The exact Taylor formula of the implied volatility

In a model driven by a multi-dimensional local diffusion, we study the behavior of implied volatility σ and its derivatives with respect to log-strike k and maturity T near expiry and at the money. We recover explicit limits of these derivatives for (T,k) approaching the origin within the parabolic region |x-k|^2 < λ T, with x denoting the spot log-price of the underlying asset and where λ is a positive and arbitrarily large constant. Such limits yield the exact Taylor formula for implied volatility within the parabola |x-k|^2 < λ T. In order to include important models of interest in mathematical finance, e.g. Heston, CEV, SABR, the analysis is carried out under the assumption that the infinitesimal generator of the diffusion is only locally elliptic.

Nash estimates and upper bounds for non-homogeneous Kolmogorov equations

We prove a Gaussian upper bound for the fundamental solutions of a class of ultra-parabolic equations in divergence form. The bound is independent on the smoothness of the coefficients and generalizes some classical results by Nash, Aronson and Davies. The class considered has relevant applications in the theory of stochastic processes, in physics and in mathematical finance.

Pricing Bermudan options under local Lévy models with default

We consider a defaultable asset whose risk-neutral pricing dynamics are described by an exponential Lévy-type martingale. This class of models allows for a local volatility, local default intensity and a locally dependent Lévy measure. We present a pricing method for Bermudan options based on an analytical approximation of the characteristic function combined with the COS method. Due to a special form of the obtained characteristic function the price can be computed using a Fast Fourier Transform-based algorithm resulting in a fast and accurate calculation. The Greeks can be computed at almost no additional computational cost. Error bounds for the approximation of the characteristic function as well as for the total option price are given.

Leveraged {ETF} implied volatilities from {ETF} dynamics

The growth of the exhange-traded fund (ETF) industry has given rise to the trading of options written on ETFs and their leveraged counterparts {(LETFs)}. We study the relationship between the ETF and LETF implied volatility surfaces when the underlying ETF is modeled by a general class of local-stochastic volatility models. A closed-form approximation for prices is derived for European-style options whose payoff depends on the terminal value of the ETF and/or LETF. Rigorous error bounds for this pricing approximation are established. A closed-form approximation for implied volatilities is also derived. We also discuss a scaling procedure for comparing implied volatilities across leverage ratios. The implied volatility expansions and scalings are tested in three well-known settings: CEV, Heston and SABR.

Intrinsic Taylor formula for Kolmogorov-type homogeneous groups

We consider a class of ultra-parabolic Kolmogorov-type operators satisfying the Hormander's condition. We prove an intrinsic Taylor formula with global and local bounds for the remainder given in terms of the norm in the homogeneous Lie group naturally associated to the differential operator.

Pricing approximations and error estimates for local Lévy-type models with default

We find approximate solutions of partial integro-differential equations, which arise in financial models when defaultable assets are described by general scalar Lévy-type stochastic processes. We derive rigorous error bounds for the approximate solutions. We also provide numerical examples illustrating the usefulness and versatility of our methods in a variety of financial settings.

Explicit implied volatilities for multifactor local-stochastic volatility models

We consider an asset whose risk-neutral dynamics are described by a general class of local-stochastic volatility models and derive a family of asymptotic expansions for European-style option prices and implied volatilities. Our implied volatility expansions are explicit; they do not require any special functions nor do they require numerical integration. To illustrate the accuracy and versatility of our method, we implement it under five different model dynamics: CEV local volatility, quadratic local volatility, Heston stochastic volatility, $3/2$ stochastic volatility, and SABR local-stochastic volatility.

Analytical expansions for parabolic equations

We consider the Cauchy problem associated with a general parabolic partial differential equation in $d$ dimensions. We find a family of closed-form asymptotic approximations for the unique classical solution of this equation as well as rigorous short-time error estimates. Using a boot-strapping technique, we also provide convergence results for arbitrarily large time intervals.

Asymptotics for $d$-dimensional Lévy-type processes

We consider a general d-dimensional Levy-type process with killing. Combining the classical Dyson series approach with a novel polynomial expansion of the generator A(t) of the Levy-type process, we derive a family of asymptotic approximations for transition densities and European-style options prices. Examples of stochastic volatility models with jumps are provided in order to illustrate the numerical accuracy of our approach. The methods described in this paper extend the results from Corielli et al. (2010), Pagliarani and Pascucci (2013) and Lorig et al. (2013a) for Markov diffusions to Markov processes with jumps.

Dynamic Credit Investment in Partially Observed Markets

We consider the problem of maximizing expected utility for a power investor who can allocate his wealth in a stock, a defaultable security, and a money market account. The dynamics of these security prices are governed by geometric Brownian motions modulated by a hidden continuous time finite state Markov chain. We reduce the partially observed stochastic control problem to a complete observation risk sensitive control problem via the filtered regime switching probabilities. We separate the latter into pre-default and post-default dynamic optimization subproblems, and obtain two coupled Hamilton-Jacobi-Bellman (HJB) partial differential equations. We prove existence and uniqueness of a globally bounded classical solution to each HJB equation, and give the corresponding verification theorem. We provide a numerical analysis showing that the investor increases his holdings in stock as the filter probability of being in high growth regimes increases, and decreases his credit risk exposure when the filter probability of being in high default risk regimes gets larger.

A family of density expansions for Lévy-type processes

We consider a defaultable asset whose risk-neutral pricing dynamics are described by an exponential Levy-type martingale subject to default. This class of models allows for local volatility, local default intensity, and a locally dependent Levy measure. Generalizing and extending the novel adjoint expansion technique of Pagliarani, Pascucci, and Riga (2013), we derive a family of asymptotic expansions for the transition density of the underlying as well as for European-style option prices and defaultable bond prices. For the density expansion, we also provide error bounds for the truncated asymptotic series. Our method is numerically efficient; approximate transition densities and European option prices are computed via Fourier transforms; approximate bond prices are computed as finite series. Additionally, as in Pagliarani et al. (2013), for models with Gaussian-type jumps, approximate option prices can be computed in closed form. Sample Mathematica code is provided.

A Taylor series approach to pricing and implied vol for LSV models

Using classical Taylor series techniques, we develop a unified approach to pricing and implied volatility for European-style options in a general local-stochastic volatility setting. Our price approximations require only a normal CDF and our implied volatility approximations are fully explicit (ie, they require no special functions, no infinite series and no numerical integration). As such, approximate prices can be computed as efficiently as Black-Scholes prices, and approximate implied volatilities can be computed nearly instantaneously.
