From constant to rough: A survey of continuous volatility modeling

In this paper, we present a comprehensive survey of continuous stochastic volatility models, discussing their historical development and the key stylized facts that have driven the field. Special attention is dedicated to fractional and rough methods: we outline the motivation behind them and characterize some landmark models. In addition, we briefly touch the problem of VIX modeling and recent advances in the SPX-VIX joint calibration puzzle.

Option pricing in Sandwiched Volterra Volatility model

We introduce a new model of financial market with stochastic volatility driven by an arbitrary Hölder continuous Gaussian Volterra process. The distinguishing feature of the model is the form of the volatility equation which ensures the solution to be ``sandwiched'' between two arbitrary Hölder continuous functions chosen in advance. We discuss the structure of local martingale measures on this market, investigate integrability and Malliavin differentiability of prices and volatilities as well as study absolute continuity of the corresponding probability laws. Additionally, we utilize Malliavin calculus to develop an algorithm of pricing options with discontinuous payoffs.

Sandwiched Volterra Volatility model: Markovian approximations and hedging

We consider stochastic volatility dynamics driven by a general Hölder continuous Volterra-type noise and with unbounded drift. For these so-called SVV-models, we consider the explicit computation of quadratic hedging strategies. While the theoretical hedge is well-known in terms of the non-anticipating derivative for all square integrable claims, the fact that these models are typically non-Markovian provides is a challenge in the direct computation of conditional expectations at the core of the explicit hedging strategy. To overcome this difficulty, we propose a Markovian approximation of the model which stems from an adequate approximation of the kernel in the Volterra noise. We study the approximation of the volatility, of the prices and of the optimal mean-square hedge. We provide the corresponding error estimates. The work is completed with numerical simulations.

Power law in Sandwiched Volterra Volatility model

In this paper, we present analytical proof demonstrating that the Sandwiched Volterra Volatility (SVV) model is able to reproduce the power-law behavior of the at-the-money implied volatility skew, provided the correct choice of the Volterra kernel. To obtain this result, we assess the second-order Malliavin differentiability of the volatility process and investigate the conditions that lead to explosive behavior in the Malliavin derivative. As a supplementary result, we also prove a general Malliavin product rule.

Parameter estimation in rough Bessel model

In this paper, we construct consistent statistical estimators of the Hurst index, volatility coefficient, and drift parameter for Bessel processes driven by fractional Brownian motion with $H<1/2$. As an auxiliary result, we also prove the continuity of the fractional Bessel process. The results are illustrated with simulations.

Low-dimensional Cox-Ingersoll-Ross process

The present paper investigates Cox-Ingersoll-Ross (CIR) processes of dimension less than 1, with a focus on obtaining an equation of a new type including local times for the square root of the CIR process. We utilize the fact that non-negative diffusion processes can be obtained by the transformation of time and scale of some reflected Brownian motion to derive this equation, which contains a term characterized by the local time of the corresponding reflected Brownian motion. Additionally, we establish a new connection between low-dimensional CIR processes and reflected Ornstein-Uhlenbeck (ROU) processes, providing a new representation of Skorokhod reflection functions.

Optimal control in linear stochastic advertising models with memory

This paper deals with a class of optimal control problems which arises in advertising models with Volterra Ornstein-Uhlenbeck process representing the product goodwill. Such choice of the model can be regarded as a stochastic modification of the classical Nerlove-Arrow model that allows to incorporate both presence of uncertainty and empirically observed memory effects such as carryover or distributed forgetting. We present an approach to solve such optimal control problems based on an infinite dimensional lift which allows us to recover Markov properties by formulating a optimization problem equivalent to the original one in a Hilbert space. Such technique, however, requires the Volterra kernel from the forward equation to have a representation of a particular form that may be challenging to obtain in practice. We overcome this issue for Hölder continuous kernels by approximating them with Bernstein polynomials (which turn out to enjoy a simple representation of the required type) and then solving the optimal control problem for the forward process with approximated kernel instead of the original one. The approach is illustrated with simulations.

Drift-implicit Euler scheme for sandwiched processes driven by Hölder noises

In this paper, we analyze the drift-implicit (or backward) Euler numerical scheme for a class of stochastic differential equations with unbounded drift driven by an arbitrary $λ$-Hölder continuous process, $λ\in(0,1)$. We prove that, under some mild moment assumptions on the Hölder constant of the noise, the $L^r(Ω;L^\infty([0,T]))$-rate of convergence is equal to $λ$. To exemplify, we consider numerical schemes for the generalized Cox--Ingersoll-Ross and Tsallis--Stariolo--Borland models. The results are illustrated by simulations.

Sandwiched SDEs with unbounded drift driven by Hölder noises

We study a stochastic differential equation with an unbounded drift and general Hölder continuous noise of an arbitrary order. The corresponding equation turns out to have a unique solution that, depending on a particular shape of the drift, either stays above some continuous function or has continuous upper and lower bounds. Under some additional assumptions on the noise, we prove that the solution has moments of all orders. We complete the study providing a numerical scheme for the solution. As an illustration of our results and motivation for applications, we suggest two stochastic volatility models which we regard as generalizations of the CIR and CEV processes.

Standard and fractional reflected Ornstein-Uhlenbeck processes as the limits of square roots of Cox-Ingersoll-Ross processes

In this paper, we establish a new connection between Cox-Ingersoll-Ross (CIR) and reflected Ornstein-Uhlenbeck (ROU) models driven by either a standard Wiener process or a fractional Brownian motion with $H>\frac{1}{2}$. We prove that, with probability 1, the square root of the CIR process converges uniformly on compacts to the ROU process as the mean reversion parameter tends to either $σ^2/4$ (in the standard case) or to $0$ (in the fractional case). This also allows to obtain a new representation of the reflection function of the ROU as the limit of integral functionals of the CIR processes. The results of the paper are illustrated by simulations.

Fractional Cox--Ingersoll--Ross process with small Hurst indices

In this paper the fractional Cox-Ingersoll-Ross process on $\mathbb{R}_+$ for $H<1/2$ is defined as a square of a pointwise limit of the processes $Y_{\varepsilon}$, satisfying the SDE of the form $d Y_{\varepsilon}(t)=( \frac{k}{ Y_{\varepsilon}(t)\mathbb{1}_{\{ Y_{\varepsilon}(t)>0\}}+\varepsilon}-a Y_{\varepsilon}(t))dt+σdB^H(t)$, as $\varepsilon\downarrow0$. Properties of such limit process are considered. SDE for both the limit process and the fractional Cox-Ingersoll-Ross process are obtained.

Option pricing in fractional Heston-type model

In this paper, we consider option pricing in a framework of the fractional Heston-type model with $H>1/2$. As it is impossible to obtain an explicit formula for the expectation $\mathbb E f(S_T)$ in this case, where $S_T$ is the asset price at maturity time and $f$ is a payoff function, we provide a discretization schemes $\hat Y^n$ and $\hat S^n$ for volatility and price processes correspondingly and study convergence $\mathbb E f(\hat S^n_T) \to \mathbb E f(S_T)$ as the mesh of the partition tends to zero. The rate of convergence is calculated. As we allow $f$ to have discontinuities of the first kind which can cause errors in straightforward Monte-Carlo estimation of the expectation, we use Malliavin calculus techniques to provide an alternative formula for $\mathbb E f(S_T)$ with smooth functional under the expectation.

Fractional Cox--Ingersoll--Ross process with non-zero < >

In this paper we define the fractional Cox-Ingersoll-Ross process as $X_t:=Y_t^2\mathbf{1}_{\{t<\inf\{s>0:Y_s=0\}\}}$, where the process $Y=\{Y_t,t\ge0\}$ satisfies the SDE of the form $dY_t=\frac{1}{2}(\frac{k}{Y_t}-aY_t)dt+\fracσ{2}dB_t^H$, $\{B^H_t,t\ge0\}$ is a fractional Brownian motion with an arbitrary Hurst parameter $H\in(0,1)$. We prove that $X_t$ satisfies the stochastic differential equation of the form $dX_t=(k-aX_t)dt+σ\sqrt{X_t}\circ dB_t^H$, where the integral with respect to fractional Brownian motion is considered as the pathwise Stratonovich integral. We also show that for $k>0$, $H>1/2$ the process is strictly positive and never hits zero, so that actually $X_t=Y_t^2$. Finally, we prove that in the case of $H<1/2$ the probability of not hitting zero on any fixed finite interval by the fractional Cox-Ingersoll-Ross process tends to 1 as $k\rightarrow\infty$.

Stochastic representation and pathwise properties of fractional Cox-Ingersoll-Ross process

We consider the fractional Cox-Ingersoll-Ross process satisfying the stochastic differential equation (SDE) $dX_t = aX_t\,dt + σ\sqrt{X_t}\,dB^H_t$ driven by a fractional Brownian motion (fBm) with Hurst parameter exceeding $\frac{2}{3}$. The integral $\int_0^t\sqrt{X_s}dB^H_s$ is considered as a pathwise integral and is equal to the limit of Riemann-Stieltjes integral sums. It is shown that the fractional Cox-Ingersoll-Ross process is a square of the fractional Ornstein-Uhlenbeck process until the first zero hitting. Based on that, we consider the square of the fractional Ornstein-Uhlenbeck process with an arbitrary Hurst index and prove that until its first zero hitting it satisfies the specified SDE if the integral $\int_0^t\sqrt{X_s}\,dB^H_s$ is defined as a pathwise Stratonovich integral. Therefore, the question about the first zero hitting time of the Cox-Ingersoll-Ross process, which matches the first zero hitting moment of the fractional Ornstein-Uhlenbeck process, is natural. Since the latter is a Gaussian process, it is proved by the estimates for distributions of Gaussian processes that for $a<0$ the probability of hitting zero in finite time is equal to 1, and in case of $a>0$ it is positive but less than 1. The upper bound for this probability is given.
