Optimal Control with Expectation Constraint in a Smooth Boundary Case

As in Bouchard et al. (2010) and Bouchard and Nutz (2014), we study a utility maximization problem with expectation constraint. We first consider a uniformly elliptic case in which the endogenous state boundary associated with the constraint in expectation is proved to be smooth. This allows one to derive a proper Dirichlet condition for the value function of the optimal control problem on this boundary. We then propose a new truncation argument in the martingale representation of the expectation constraint. This leads to an approximating sequence of auxiliary systems of PDEs for which comparison holds. Convergence to the initial optimal control problem is proved. In the degenerate case, we propose another approximation which consists in adding a small noise term to recover uniformly ellipticity. Convergence is also proved. To the best of our knowledge, it is the first time that a full analysis is performed for such control problems, so as to open the doors to the use of numerical schemes. Numerical resolution in a toy example is performed using neural networks. It is complemented by an estimation of the numerical error, also performed by using a neural network approach.

Limit theory for mean-field control problems with common noise adapted controls

We consider a mean-field control problem in which admissible controls are required to be adapted to the common noise filtration. The main objective is to show how the mean-field control problem can be approximates by time consistent centralized finite population problems in which the central planner has full information on all agents' states and gives an identical signal to all agents. We also aim at establishing the optimal convergence rate. In a first general path-dependent setting, we only prove convergence by using weak convergence techniques of probability measures on the canonical space. Next, when only the drift coefficient is controlled, we obtain a backward SDE characterization of the value process, based on which a convergence rate is established in terms of the Wasserstein distance between the original measure and the empirical one induced by the particles. It requires Lipschitz continuity conditions in the Wasserstein sense. The convergence rate is optimal. In a Markovian setting and under convexity conditions on the running reward function, we next prove uniqueness of the optimal control and provide regularity results on the value function, and then deduce the optimal weak convergence rate in terms of the number of particles. Finally, we apply these results to the study of a classical optimal control problem with partial observation, leading to an original approximation method by particle systems.

Unbiased simulation of Asian options

We provide an extension of the unbiased simulation method for SDEs developed in Henry-Labordere et al. [Ann Appl Probab. 27:6 (2017) 1-37] to a class of path-dependent dynamics, pertaining for Asian options. In our setting, both the payoff and the SDE's coefficients depend on the (weighted) average of the process or, more precisely, on the integral of the solution to the SDE against a continuous function with bounded variations. In particular, this applies to the numerical resolution of the class of path-dependent PDEs whose regularity, in the sens of Dupire, is studied in Bouchard and Tan [Ann. I.H.P., to appear].

On the regularity of solutions of some linear parabolic path-dependent PDEs

We study a class of linear parabolic path-dependent PDEs (PPDEs) defined on the space of c\`adl\`ag paths $x \in D([0,T])$, in which the coefficient functions at time $t$ depend on $x(t)$ and $\int_{0}^{t}x(s)dA_{s}$, for some (deterministic) continuous function $A$ with bounded variations. Under uniform ellipticity and H\"older regularity conditions on the coefficients, together with some technical conditions on $A$, we obtain the existence of a smooth solution to the PPDE by appealing to the notion of Dupire's derivatives. It provides a generalization to the existing literature studying the case where $A_t = t$, and complements our recent work, Bouchard and Tan (2021), on the regularity of approximate viscosity solutions for parabolic PPDEs. As a by-product, we also obtain existence and uniqueness of weak solutions for a class of path-dependent SDEs.

Near-continuous time Reinforcement Learning for continuous state-action spaces

We consider the Reinforcement Learning problem of controlling an unknown dynamical system to maximise the long-term average reward along a single trajectory. Most of the literature considers system interactions that occur in discrete time and discrete state-action spaces. Although this standpoint is suitable for games, it is often inadequate for mechanical or digital systems in which interactions occur at a high frequency, if not in continuous time, and whose state spaces are large if not inherently continuous. Perhaps the only exception is the Linear Quadratic framework for which results exist both in discrete and continuous time. However, its ability to handle continuous states comes with the drawback of a rigid dynamic and reward structure. This work aims to overcome these shortcomings by modelling interaction times with a Poisson clock of frequency $\varepsilon^{-1}$, which captures arbitrary time scales: from discrete ($\varepsilon=1$) to continuous time ($\varepsilon\downarrow0$). In addition, we consider a generic reward function and model the state dynamics according to a jump process with an arbitrary transition kernel on $\mathbb{R}^d$. We show that the celebrated optimism protocol applies when the sub-tasks (learning and planning) can be performed effectively. We tackle learning within the eluder dimension framework and propose an approximate planning method based on a diffusive limit approximation of the jump process. Overall, our algorithm enjoys a regret of order $\tilde{\mathcal{O}}(\varepsilon^{1/2} T+\sqrt{T})$. As the frequency of interactions blows up, the approximation error $\varepsilon^{1/2} T$ vanishes, showing that $\tilde{\mathcal{O}}(\sqrt{T})$ is attainable in near-continuous time.

A $C^1$-It\^o's formula for flows of semimartingale distributions

We provide an It\^o's formula for $C^1$-functionals of flows of conditional marginal distributions of continuous semimartingales. This is based on the notion of weak Dirichlet process, and extends the $C^1$-It\^o's formula in Gozzi and Russo (2006) to this context. As the first application, we study a class of McKean-Vlasov optimal control problems, and establish a verification theorem which only requires $C^1$-regularity of its value function, which is equivalently the (viscosity) solution of the associated HJB master equation. It goes together with a novel duality result.

Diffusive limit approximation of pure jump optimal ergodic control problems

Motivated by the design of fast reinforcement learning algorithms, we study the diffusive limit of a class of pure jump ergodic stochastic control problems. We show that, whenever the intensity of jumps is large enough, the approximation error is governed by the H{\"o}lder continuity of the Hessian matrix of the solution to the limit ergodic partial differential equation. This extends to this context the results of [1] obtained for finite horizon problems. We also explain how to construct a first order error correction term under appropriate smoothness assumptions. Finally, we quantify the error induced by the use of the Markov control policy constructed from the numerical finite difference scheme associated to the limit diffusive problem, this seems to be new in the literature and of its own interest. This approach permits to reduce very significantly the numerical resolution cost.

It{\^o}-Dupire's formula for C^{0,1}-functionals of c{\`a}dl{\`a}g weak Dirichlet processes

We extend to c{\`a}dl{\`a}g weak Dirichlet processes the C^{0,1}-functional It{\^o}-Dupire's formula of Bouchard, Loeper and Tan (2021). In particular, we provide sufficient conditions under which a C^{0,1}-functional transformation of a special weak Dirichlet process remains a special weak Dirichlet process. As opposed to Bandini and Russo (2018) who considered the Markovian setting, our approach is not based on the approximation of the functional by smooth ones, which turns out not to be available in the pathdependent case. We simply use a small-jumps cutting argument.

Approximate viscosity solutions of path-dependent PDEs and Dupire's vertical differentiability

We introduce a notion of approximate viscosity solution for a class of nonlinear path-dependent PDEs (PPDEs), including the Hamilton-Jacobi-Bellman type equations. Existence, comparaison and stability results are established under fairly general conditions. It is also consistent with smooth solutions when the dimension is less or equal to two, or the non-linearity is concave in the second order space derivative. We finally investigate the regularity (in the sense of Dupire) of the solution to the PPDE.

Diffusive limit approximation of pure-jump optimal stochastic control problems

We consider the diffusive limit of a typical pure-jump Markovian control problem as the intensity of the driving Poisson process tends to infinity. We show that the convergence speed is provided by the H\"older constant of the Hessian of the limit problem, and explain how correction terms can be constructed. This provides an alternative efficient method for the numerical approximation of the optimal control of a pure-jump problem in situations with very high intensity of jump. We illustrate this approach in the context of a display advertising auction problem.

A $C^{0,1}$-functional It\^o's formula and its applications in mathematical finance

Using Dupire's notion of vertical derivative, we provide a functional (path-dependent) extension of the It\^o's formula of Gozzi and Russo (2006) that applies to C^{0,1}-functions of continuous weak Dirichlet processes. It is motivated and illustrated by its applications to the hedging or superhedging problems of path-dependent options in mathematical finance, in particular in the case of model uncertainty

Computation of Expected Shortfall by fast detection of worst scenarios

We consider a multi-step algorithm for the computation of the historical expected shortfall such as defined by the Basel Minimum Capital Requirements for Market Risk. At each step of the algorithm, we use Monte Carlo simulations to reduce the number of historical scenarios that potentially belong to the set of worst scenarios. The number of simulations increases as the number of candidate scenarios is reduced and the distance between them diminishes. For the most naive scheme, we show that the L p-error of the estimator of the Expected Shortfall is bounded by a linear combination of the probabilities of inversion of favorable and unfavorable scenarios at each step, and of the last step Monte Carlo error associated to each scenario. By using concentration inequalities, we then show that, for sub-gamma pricing errors, the probabilities of inversion converge at an exponential rate in the number of simulated paths. We then propose an adaptative version in which the algorithm improves step by step its knowledge on the unknown parameters of interest: mean and variance of the Monte Carlo estimators of the different scenarios. Both schemes can be optimized by using dynamic programming algorithms that can be solved off-line. To our knowledge, these are the first non-asymptotic bounds for such estimators. Our hypotheses are weak enough to allow for the use of estimators for the different scenarios and steps based on the same random variables, which, in practice, reduces considerably the computational effort. First numerical tests are performed.

A quasi-sure optional decomposition and super-hedging result on the Skorokhod space

We prove a robust super-hedging duality result for path-dependent options on assets with jumps, in a continuous time setting. It requires that the collection of martingale measures is rich enough and that the payoff function satisfies some continuity property. It is a by-product of a quasi-sure version of the optional decomposition theorem, which can also be viewed as a functional version of It{\^o}'s Lemma, that applies to non-smooth functionals (of c{\`a}dl{\`a}g processes) which are only concave in space and non-increasing in time, in the sense of Dupire.

Understanding the dual formulation for the hedging of path-dependent options with price impact

We consider a general path-dependent version of the hedging problem with price impact of Bouchard et al. (2019), in which a dual formulation for the super-hedging price is obtained by means of PDE arguments, in a Markovian setting and under strong regularity conditions. Using only probabilistic arguments, we prove, in a path-dependent setting and under weak regularity conditions, that any solution to this dual problem actually allows one to construct explicitly a perfect hedging portfolio. From a pure probabilistic point of view, our approach also allows one to exhibit solutions to a specific class of second order forward backward stochastic differential equations, in the sense of Cheridito et al. (2007). Existence of a solution to the dual optimal control problem is also addressed in particular settings. As a by-product of our arguments, we prove a version of It{\^o}'s Lemma for path-dependent functionals that are only C^{0,1} in the sense of Dupire.

Second order stochastic target problems with generalized market impact

We extend the study of [7, 18] to stochastic target problems with general market impacts. Namely, we consider a general abstract model which can be associated to a fully nonlinear parabolic equation. Unlike [7, 18], the equation is not concave and the regularization/verification approach of [7] can not be applied. We also relax the gamma constraint of [7]. In place, we need to generalize the a priori estimates of [18] and exhibit smooth solutions from the classical parabolic equations theory. Up to an additional approximating argument, this allows us to show that the super-hedging price solves the parabolic equation and that a perfect hedging strategy can be constructed when the coefficients are smooth enough. This representation leads to a general dual formulation. We finally provide an asymptotic expansion around a model without impact.

Simple Bounds for Utility Maximization with Small Transaction Costs

Using elementary arguments, we show how to derive $\mathbf{L}_p$-error bounds for the approximation of frictionless wealth process in markets with proportional transaction costs. For utilities with bounded risk aversion, these estimates yield lower bounds for the frictional value function, which pave the way for its asymptotic analysis using stability results for viscosity solutions. Using tools from Malliavin calculus, we also derive simple sufficient conditions for the regularity of frictionless optimal trading strategies, the second main ingredient for the asymptotic analysis of small transaction costs.

Optimal inventory management and order book modeling

We model the behavior of three agent classes acting dynamically in a limit order book of a financial asset. Namely, we consider market makers (MM), high-frequency trading (HFT) firms, and institutional brokers (IB). Given a prior dynamic of the order book, similar to the one considered in the Queue-Reactive models [14, 20, 21], the MM and the HFT define their trading strategy by optimizing the expected utility of terminal wealth, while the IB has a prescheduled task to sell or buy many shares of the considered asset. We derive the variational partial differential equations that characterize the value functions of the MM and HFT and explain how almost optimal control can be deduced from them. We then provide a first illustration of the interactions that can take place between these different market participants by simulating the dynamic of an order book in which each of them plays his own (optimal) strategy.

BSDE formulation of combined regular and singular stochastic control problems

In this paper we study a class of combined regular and singular stochastic control problems that can be expressed as constrained BSDEs. In the Markovian case, this reduces to a characterization through a PDE with gradient constraint. But the BSDE formulation makes it possible to move beyond Markovian models and consider path-dependent problems. We also provide an approximation of the original control problem with standard BSDEs that yield a characterization of approximately optimal values and controls.
