A functional variational approach to pricing path dependent insurance policies

The main purpose of this work is the derivation of a functional partial differential equation (FPDE) for the calculations of equity-linked insurance policies, where the payment stream may depend on the whole past history of the financial asset. To this end, we employ variational techniques from the theory of functional Itô calculus.

Thiele's PIDE for unit-linked policies in the Heston-Hawkes stochastic volatility model

The main purpose of the paper is to derive Thiele's differential equation for unit-linked policies in the Heston-Hawkes stochastic volatility model introduced in arXiv:2210.15343. This model is an extension of the well-known Heston model that incorporates the volatility clustering feature by adding a compound Hawkes process in the volatility. Since the model is arbitrage-free, pricing unit-linked policies via the equivalence principle under a risk neutral probability measure is possible. Studying the moments of the variance and certain stochastic exponentials, a suitable family of risk neutral probability measures is found. The established and practical method to compute reserves in life insurance is by solving Thiele's equation, which is crucial to guarantee the solvency of the insurance company.

Change of measure in a Heston-Hawkes stochastic volatility model

We consider the stochastic volatility model obtained by adding a compound Hawkes process to the volatility of the well-known Heston model. A Hawkes process is a self-exciting counting process with many applications in mathematical finance, insurance, epidemiology, seismology and other fields. We prove a general result on the existence of a family of equivalent (local) martingale measures. We apply this result to a particular example where the sizes of the jumps are exponentially distributed.

Life insurance policies with cash flows subject to random interest rate changes

The main purpose of this work is to derive a partial differential equation for the reserves of life insurance liabilities subject to stochastic interest rates where the benefits and premiums depend directly on changes in the interest rate curve. In particular, we allow the payment streams to depend on the performance of an overnight technical interest rate, making them stochastic as well. This opens up for considering new types of contracts based on the performance of the insurer's returns on their own investments. We provide explicit solutions for the reserves when the premiums and benefits vary according to interest rate levels or averages under the Vasicek model and conduct some simulations computing reserve surfaces numerically. We also give an example of a reinsurance treaty taking over pension payments when the insurer's average returns fall under some specified threshold.

Variance and interest rate risk in unit-linked insurance policies

One of the risks derived from selling long term policies that any insurance company has, arises from interest rates. In this paper we consider a general class of stochastic volatility models written in forward variance form. We also deal with stochastic interest rates to obtain the risk-free price for unit-linked life insurance contracts, as well as providing a perfect hedging strategy by completing the market. We conclude with a simulation experiment, where we price unit-linked policies using Norwegian mortality rates. In addition we compare prices for the classical Black-Scholes model against the Heston stochastic volatility model with a Vasicek interest rate model.

Regularity Properties of the Stochastic Flow of a Skew Fractional Brownian Motion

In this paper we prove, for small Hurst parameters, the higher order differentiability of a stochastic flow associated with a stochastic differential equation driven by an additive multi-dimensional fractional Brownian noise, where the bounded variation part is given by the local time of the unknown solution process. The proof of this result relies on Fourier analysis based variational calculus techniques and on intrinsic properties of the fractional Brownian motion.

Strong solutions of SDE's with generalized drift and multidimensional fractional Brownian initial noise

In this paper we prove the existence of strong solutions to a SDE with a generalized drift driven by a multidimensional fractional Brownian motion for small Hurst parameters H<1/2. Here the generalized drift is given as the local time of the unknown solution process, which can be considered an extension of the concept of a skew Brownian motion to the case of fractional Brownian motion. Our approach for the construction of strong solutions is new and relies on techniques from Malliavin calculus combined with a "local time variational calculus" argument.

Stochastic functional differential equations and sensitivity to their initial path

We consider systems with memory represented by stochastic functional differential equations. Substantially, these are stochastic differential equations with coefficients depending on the past history of the process itself. Such coefficients are hence defined on a functional space. Models with memory appear in many applications ranging from biology to finance. Here we consider the results of some evaluations based on these models (e.g. the prices of some financial products) and the risks connected to the choice of these models. In particular we focus on the impact of the initial condition on the evaluations. This problem is known as the analysis of sensitivity to the initial condition and, in the terminology of finance, it is referred to as the Delta. In this work the initial condition is represented by the relevant past history of the stochastic functional differential equation. This naturally leads to the redesign of the definition of Delta. We suggest to define it as a functional directional derivative, this is a natural choice. For this we study a representation formula which allows for its computation without requiring that the evaluation functional is differentiable. This feature is particularly relevant for applications. Our formula is achieved by studying an appropriate relationship between Malliavin derivative and functional directional derivative. For this we introduce the technique of {\it randomisation of the initial condition}.

The Bismut-Elworthy-Li formula for mean-field stochastic differential equations

We generalise the so-called Bismut-Elworthy-Li formula to a class of stochastic differential equations whose coefficients might depend on the law of the solution. We give some examples of where this formula can be applied to in the context of finance and the computation of Greeks and provide with a simple but rather illustrative simulation experiment showing that the use of the Bismut-Elworthy-Li formula, also known as Malliavin method, is more efficient compared to the finite difference method.

Construction of Malliavin differentiable strong solutions of SDEs under an integrability condition on the drift without the Yamada-Watanabe principle

In this paper we aim at employing a compactness criterion of Da Prato, Malliavin, Nualart for square integrable Brownian functionals to construct unique strong solutions of SDE's under an integrability condition on the drift coefficient. The obtained solutions turn out to be Malliavin differentiable and are used to derive a Bismut-Elworthy-Li formula for solutions of the Kolmogorov equation.
