Adapting Altman's bankruptcy prediction model to the compositional data methodology

Using standard financial ratios as variables in statistical analyses has been related to several serious problems, such as extreme outliers, asymmetry, non-normality, and non-linearity. The compositional-data methodology has been successfully applied to solve these problems and has always yielded substantially different results when compared to standard financial ratios. An under-researched area is the use of financial log-ratios computed with the compositional-data methodology to predict bankruptcy or the related terms of business default, insolvency or failure. Another under-researched area is the use of machine learning methods in combination with compositional log-ratios. The present article adapts the classical Altman bankruptcy prediction model and some of its extensions to the compositional methodology with pairwise log-ratios and three common statistical and machine learning tools: logistic regression models, k-nearest neighbours, and random forests, and compares the results with standard financial ratios. Data from the sector in the Spanish economy with the largest number of bankrupt firms according to the first two digits of the NACE code (46XX "wholesale trade, except of motor vehicles and motorcycles") were obtained from the Iberian Balance sheet Analysis System. The sample size (31,131 firms, of which 97 were bankrupt) was divided into a training and a validation dataset. The training dataset was downsampled to one healthy firm to each bankrupt firm. No outliers were removed. Focusing on predictive performance, the results show that compositional methods are better than standard ratios in terms of sensitivity (recall), with mixed results regarding specificity, compositional random forests and compositional logistic regression behaving the best.

Financial resilience of agricultural and food production companies in Spain: A compositional cluster analysis of the impact of the Ukraine-Russia war (2021-2023)

This study analyses the financial resilience of agricultural and food production companies in Spain amid the Ukraine-Russia war using cluster analysis based on financial ratios. This research utilizes centred log-ratios to transform financial ratios for compositional data analysis. The dataset comprises financial information from 1197 firms in Spain's agricultural and food sectors over the period 2021-2023. The analysis reveals distinct clusters of firms with varying financial performance, characterized by metrics of solvency and profitability. The results highlight an increase in resilient firms by 2023, underscoring sectoral adaptation to the conflict's economic challenges. These findings together provide insights for stakeholders and policymakers to improve sectorial stability and strategic planning.

Accounting statement analysis at industry level. A gentle introduction to the compositional approach

Compositional data are contemporarily defined as positive vectors, the ratios among whose elements are of interest to the researcher. Financial statement analysis by means of accounting ratios a.k.a. financial ratios fulfils this definition to the letter. Compositional data analysis solves the major problems in statistical analysis of standard financial ratios at industry level, such as skewness, non-normality, non-linearity, outliers, and dependence of the results on the choice of which accounting figure goes to the numerator and to the denominator of the ratio. Despite this, compositional applications to financial statement analysis are still rare. In this article, we present some transformations within compositional data analysis that are particularly useful for financial statement analysis. We show how to compute industry or sub-industry means of standard financial ratios from a compositional perspective by means of geometric means. We show how to visualise firms in an industry with a compositional principal-component-analysis biplot; how to classify them into homogeneous financial performance profiles with compositional cluster analysis; and how to introduce financial ratios as variables in a statistical model, for instance to relate financial performance and firm characteristics with compositional regression models. We show an application to the accounting statements of Spanish wineries using the decomposition of return on equity by means of DuPont analysis, and a step-by-step tutorial to the compositional freeware CoDaPack.

The use of financial and sustainability ratios to map a sector. An approach using compositional data

Purpose: The article aims to visualise in a single graph fish and meat processing company groups in Spain with respect to long-term solvency, energy, waste and water intensity and gender employment gap. Design/methodology/approach: The selected financial, environmental and social indicators are ratios, which require specific statistical analysis methods to prevent severe skewness and outliers. We use the compositional data methodology and the principal-component analysis biplot. Findings: Fish-processing companies have more homogeneous financial, environmental and social performance than their meat-processing counterparts. Specific company groups in both sectors can be identified as poor performers in some of the indicators. Firms with higher solvency tend to be less efficient in energy and water use. Two clusters of company groups with similar performances are identified. Research limitations/implications: As of now, few firms publish reports according to the EU Corporate Sustainability Reporting Directive. In future research larger samples will be available. Social Implications: Firm groups can visually see their areas of improvement in their financial, environmental and social performance compared to their competitors in the sector. Originality/value: This is the first time in which visualization tools have combined financial, environmental and social indicators. All individual firms can be visually ordered along all indicators simultaneously.

New financial ratios based on the compositional data methodology

Due to their type of mathematical construction, the use of standard financial ratios in studies analysing the financial health of a group of firms leads to a series of statistical problems that can invalidate the results obtained. These problems are originated by the asymmetry of financial ratios. The present article justifies the use of a new methodology using compositional data (CoDa) to analyse the financial statements of a sector, improving analyses using conventional ratios since the new methodology enables statistical techniques to be applied without encountering any serious drawbacks such as skewness and outliers, and without the results depending on the arbitrary choice as to which of the accounting figures is the numerator of the ratio and which is the denominator. An example with data of the wine sector is provided. The results show that when using CoDa, outliers and skewness are much reduced and results are invariant to numerator and denominator permutation.

Moderation effects and elasticities in compositional regression with a total. Application to Bayesian spatiotemporal modelling of all-cause mortality from environmental stressors

Compositional regression models with a real-valued response variable can generally be specified as log-contrast models subject to a zero-sum constraint on the model coefficients. This formulation emphasises the relative information conveyed in the composition, while the overall total is regarded irrelevant. In this work, such a setting is extended to account not only for total effects, formally defined in a so-called T-space, but also for moderation or interaction effects. This is applied in the context of complex spatiotemporal data modelling, through an adaptation of the integrated nested Laplace approximation (INLA) method within a Bayesian estimation framework. Particular emphasis is placed on the interpretation of model coefficients and results, both on the original scale of the response variable and in terms of elasticities. The methodology is demonstrated through a detailed case study investigating the relationship between all-cause mortality and the interaction between extreme temperatures, air pollution composition, and total air pollution in Catalonia, Spain, during the summer of 2022. The results indicate that extreme temperatures are associated with an increased risk of mortality four days after exposure. Additionally, exposure to total air pollution, especially to NO2, is linked to elevated mortality risk regardless of temperature. In contrast, particulate matter is associated to increased mortality only when exposure occurs on days of extreme heat.
