Optimal split of orders across liquidity pools: a stochastic algorithm approach

Evolutions of the trading landscape lead to the capability to exchange the same financial instrument on different venues. Because of liquidity issues, the trading firms split large orders across several trading destinations to optimize their execution. To solve this problem we devised two stochastic recursive learning procedures which adjust the proportions of the order to be sent to the different venues, one based on an optimization principle, the other on some reinforcement ideas. Both procedures are investigated from a theoretical point of view: we prove a.s. convergence of the optimization algorithm under some light ergodic (or "averaging") assumption on the input data process. No Markov property is needed. When the inputs are i.i.d. we show that the convergence rate is ruled by a Central Limit Theorem. Finally, the mutual performances of both algorithms are compared on simulated and real data with respect to an "oracle" strategy devised by an "insider" who knows a priori the executed quantities by every venues.

Dual Quantization for random walks with application to credit derivatives

We propose a new Quantization algorithm for the approximation of inhomogeneous random walks, which are the key terms for the valuation of CDO-tranches in latent factor models. This approach is based on a dual quantization operator which posses an intrinsic stationarity and therefore automatically leads to a second order error bound for the weak approximation. We illustrate the numerical performance of our methods in case of the approximation of the conditional tranche function of synthetic CDO products and draw comparisons to the approximations achieved by the saddlepoint method and Stein's method.

Approximation of the distribution of a stationary Markov process with application to option pricing

We build a sequence of empirical measures on the space D(R_+,R^d) of R^d-valued càdlàg functions on R_+ in order to approximate the law of a stationary R^d-valued Markov and Feller process (X_t). We obtain some general results of convergence of this sequence. Then, we apply them to Brownian diffusions and solutions to Lévy driven SDE's under some Lyapunov-type stability assumptions. As a numerical application of this work, we show that this procedure gives an efficient way of option pricing in stochastic volatility models.

Unconstrained Recursive Importance Sampling

We propose an unconstrained stochastic approximation method of finding the optimal measure change (in an a priori parametric family) for Monte Carlo simulations. We consider different parametric families based on the Girsanov theorem and the Esscher transform (or exponential-tilting). In a multidimensional Gaussian framework, Arouna uses a projected Robbins-Monro procedure to select the parameter minimizing the variance. In our approach, the parameter (scalar or process) is selected by a classical Robbins-Monro procedure without projection or truncation. To obtain this unconstrained algorithm we intensively use the regularity of the density of the law without assume smoothness of the payoff. We prove the convergence for a large class of multidimensional distributions and diffusion processes. We illustrate the effectiveness of our algorithm via pricing a Basket payoff under a multidimensional NIG distribution, and pricing a barrier options in different markets.

Expansions for Gaussian processes and Parseval frames

We derive a precise link between series expansions of Gaussian random vectors in a Banach space and Parseval frames in their reproducing kernel Hilbert space. The results are applied to pathwise continuous Gaussian processes and a new optimal expansion for fractional Ornstein-Uhlenbeck processes is derived. In the end an extension of this result to Gaussian stationary processes with convex covariance function is established.

Functional quantization rate and mean regularity of processes with an application to Lévy processes

We investigate the connections between the mean pathwise regularity of stochastic processes and their L^r(P)-functional quantization rates as random variables taking values in some L^p([0,T],dt)-spaces (0 < p <= r). Our main tool is the Haar basis. We then emphasize that the derived functional quantization rate may be optimal (e.g., for Brownian motion or symmetric stable processes) so that the rate is optimal as a universal upper bound. As a first application, we establish the O((log N)^{-1/2}) upper bound for general Itô processes which include multidimensional diffusions. Then, we focus on the specific family of Lévy processes for which we derive a general quantization rate based on the regular variation properties of its Lévy measure at 0. The case of compound Poisson processes, which appear as degenerate in the former approach, is studied specifically: we observe some rates which are between the finite-dimensional and infinite-dimensional ``usual'' rates

Asymptotically optimal quantization schemes for Gaussian processes

We describe quantization designs which lead to asymptotically and order optimal functional quantizers. Regular variation of the eigenvalues of the covariance operator plays a crucial role to achieve these rates. For the development of a constructive quantization scheme we rely on the knowledge of the eigenvectors of the covariance operator in order to transform the problem into a finite dimensional quantization problem of normal distributions. Furthermore we derive a high-resolution formula for the $L^2$-quantization errors of Riemann-Liouville processes.

Multi-step Richardson-Romberg Extrapolation: Remarks on Variance Control and complexity

We propose a multi-step Richardson-Romberg extrapolation method for the computation of expectations $E f(X_{_T})$ of a diffusion $(X_t)_{t\in [0,T]}$ when the weak time discretization error induced by the Euler scheme admits an expansion at an order $R\ge 2$. The complexity of the estimator grows as $R^2$ (instead of $2^R$) and its variance is asymptotically controlled by considering some consistent Brownian increments in the underlying Euler schemes. Some Monte carlo simulations carried with path-dependent options (lookback, barriers) which support the conjecture that their weak time discretization error also admits an expansion (in a different scale). Then an appropriate Richardson-Romberg extrapolation seems to outperform the Euler scheme with Brownian bridge.

High-resolution product quantization for Gaussian processes under sup-norm distortion

We derive high-resolution upper bounds for optimal product quantization of pathwise contionuous Gaussian processes respective to the supremum norm on [0,T]^d. Moreover, we describe a product quantization design which attains this bound. This is achieved under very general assumptions on random series expansions of the process. It turns out that product quantization is asymptotically only slightly worse than optimal functional quantization. The results are applied e.g. to fractional Brownian sheets and the Ornstein-Uhlenbeck process.

Quadratic optimal functional quantization of stochastic processes and numerical applications

In this paper, we present an overview of the recent developments of functional quantization of stochastic processes, with an emphasis on the quadratic case. Functional quantization is a way to approximate a process, viewed as a Hilbert-valued random variable, using a nearest neighbour projection on a finite codebook. A special emphasis is made on the computational aspects and the numerical applications, in particular the pricing of some path-dependent European options.

Optimal quantization for the pricing of swing options

In this paper, we investigate a numerical algorithm for the pricing of swing options, relying on the so-called optimal quantization method. The numerical procedure is described in details and numerous simulations are provided to assert its efficiency. In particular, we carry out a comparison with the Longstaff-Schwartz algorithm.

When are Swing options bang-bang and how to use it

In this paper we investigate a class of swing options with firm constraints in view of the modeling of supply agreements. We show, for a fully general payoff process, that the premium, solution to a stochastic control problem, is concave and piecewise affine as a function of the global constraints of the contract. The existence of bang-bang optimal controls is established for a set of constraints which generates by affinity the whole premium function. When the payoff process is driven by an underlying Markov process, we propose a quantization based recursive backward procedure to price these contracts. A priori error bounds are established, uniformly with respect to the global constraints.

Theoretical Aspects of the SOM Algorithm

The SOM algorithm is very astonishing. On the one hand, it is very simple to write down and to simulate, its practical properties are clear and easy to observe. But, on the other hand, its theoretical properties still remain without proof in the general case, despite the great efforts of several authors. In this paper, we pass in review the last results and provide some conjectures for the future work.

Moment estimates for Lévy Processes

For real Lévy processes $(X\_t)\_{t \geq 0}$ having no Brownian component with Blumenthal-Getoor index $β$, the estimate $\E \sup\_{s \leq t} | X\_s - a\_p s |^p \leq C\_p t$ for every $t \in [0,1]$ and suitable $a\_p \in \R$ has been established by Millar \cite{MILL} for $β< p \leq 2$ provided $X\_1 \in L^p$. We derive extensions of these estimates to the cases $p > 2$ and $p \leqβ$.

Distortion mismatch in the quantization of probability measures

We elucidate the asymptotics of the L^s-quantization error induced by a sequence of L^r-optimal n-quantizers of a probability distribution P on R^d when s>r. In particular we show that under natural assumptions, the optimal rate is preserved as long as s<r+d (and for every s in the case of a compactly supported distribution). We derive some applications of these results to the error bounds for quantization based quadrature formulae in numerical integration on R^d and on the Wiener space.

A penalized bandit algorithm

We study a two armed-bandit algorithm with penalty. We show the convergence of the algorithm and establish the rate of convergence. For some choices of the parameters, we obtain a central limit theorem in which the limit distribution is characterized as the unique stationary distribution of a discontinuous Markov process.

How fast is the bandit?

In this paper we investigate the rate of convergence of the so-called two-armed bandit algorithm in a financial context of asset allocation. The behaviour of the algorithm turns out to be highly non-standard: no CLT whatever the time scale, possible existence of two rate regimes.

Functional quantization and metric entropy for Riemann-Liouville processes

We derive a high-resolution formula for the $L^2$-quantization errors of Riemann-Liouville processes and the sharp Kolmogorov entropy asymptotics for related Sobolev balls. We describe a quantization procedure which leads to asymptotically optimal functional quantizers. Regular variation of the eigenvalues of the covariance operator plays a crucial role.
