Optimal Turnover, Liquidity, and Autocorrelation

The steady-state turnover of a trading strategy is of clear interest to practitioners and portfolio managers, as is the steady-state Sharpe ratio. In this article, we show that in a convenient Gaussian process model, the steady-state turnover can be computed explicitly, and obeys a clear relation to the liquidity of the asset and to the autocorrelation of the alpha forecast signals. Indeed, we find that steady-state optimal turnover is given by $γ\sqrt{n+1}$ where $γ$ is a liquidity-adjusted notion of risk-aversion, and $n$ is the ratio of mean-reversion speed to $γ$.

Optimal trading without optimal control

A hypothetical risk-neutral agent who trades to maximize the expected profit of the next trade will approximately exhibit long-term optimal behavior as long as this agent uses the vector $p = \nabla V (t, x)$ as effective microstructure alphas, where V is the Bellman value function for a smooth relaxation of the problem. Effective microstructure alphas are the steepest-ascent direction of V , equal to the generalized momenta in a dual Hamiltonian formulation. This simple heuristics has wide-ranging practical implications; indeed, most utility-maximization problems that require implementation via discrete limit-order-book markets can be treated by our method.

A note on Almgren-Chriss optimal execution problem with geometric Brownian motion

We solve explicitly the Almgren-Chriss optimal liquidation problem where the stock price process follows a geometric Brownian motion. Our technique is to work in terms of cash and to use functional analysis tools. We show that this framework extends readily to the case of a stochastic drift for the price process and the liquidation of a portfolio.
