A stochastic partial differential equation model for limit order book dynamics

We propose an analytically tractable class of models for the dynamics of a limit order book, described through a stochastic partial differential equation (SPDE) with multiplicative noise for the order book centered at the mid-price, along with stochastic dynamics for the mid-price which is consistent with the order flow dynamics. We provide conditions under which the model admits a finite dimensional realization driven by a (low-dimensional) Markov process, leading to efficient estimation and computation methods. We study two examples of parsimonious models in this class: a two-factor model and a model with mean-reverting order book depth. For each model we analyze in detail the role of different parameters, the dynamics of the price, order book depth, volume and order imbalance, provide an intuitive financial interpretation of the variables involved and show how the model reproduces statistical properties of price changes, market depth and order flow in limit order markets.

Stopper-Controller Games embedded in Single-Player Control Problems

In 2002, Benjamin Jourdain and Claude Martini discovered that for a class of payoff functions, the pricing problem for American options can be reduced to pricing of European options for an appropriately associated payoff, all within a Black-Scholes framework. This discovery has been investigated in great detail by Sören Christensen, Jan Kallsen and Matthias Lenga in a recent work in 2020. In the present work we prove that this phenomenon can be observed in a wider context, and even holds true in a setup of non-linear stochastic processes. We analyse this problem from both probabilistic and analytic viewpoints. In the classical situation, Jourdain and Martini used this method to approximate prices of American put options. The broader applicability now potentially covers non-linear frameworks such as model uncertainty and controller-and-stopper-games.

A stochastic Stefan-type problem under first-order boundary conditions

Moving boundary problems allow to model systems with phase transition at an inner boundary. Driven by problems in economics and finance, in particular modeling of limit order books, we consider a stochastic and non-linear extension of the classical Stefan-problem in one space dimension, where the paths of the moving interface might have unbounded variation. Working on the distribution space, Ito-Wentzell formula for SPDEs allows to transform these moving boundary problems into partial differential equations on fixed domains. Rewriting the equations into the framework of stochastic evolution equations, we apply results based on stochastic maximal $L^p$-regularity to obtain existence, uniqueness and regularity of local solutions. Moreover, we observe that explosion might take place due to the boundary interaction even when the coefficients of the original problem have linear growths.

Approximation of the interface condition for stochastic Stefan-type problems

We consider approximations of the Stefan-type condition by imbalances of volume closely around the inner interface and study convergence of the solutions of the corresponding semilinear stochastic moving boundary problems. After a coordinate transformation, the problems can be reformulated as stochastic evolution equations on fractional power domains of linear operators. Here, the coefficients might fail to have linear growths and might be Lipschitz continuous only on bounded sets. We show continuity properties of the mild solution map in the coefficients and initial data, also incorporating the possibility of explosion of the solutions.

Forward-Invariance and Wong-Zakai Approximation for Stochastic Moving Boundary Problems

We discuss a class of stochastic second-order PDEs in one space-dimension with an inner boundary moving according to a possibly non-linear, Stefan-type condition. We show that proper separation of phases is attained, i.e., the solution remains negative on one side and positive on the other side of the moving interface, when started with the appropriate initial conditions. To extend results from deterministic settings to the stochastic case, we establish a Wong-Zakai type approximation. After a coordinate transformation the problems are reformulated and analysed in terms of stochastic evolution equations on domains of fractional powers of linear operators.

A Stefan-type stochastic moving boundary problem

Motivated by applications in economics and finance, in particular to the modeling of limit order books, we study a class of stochastic second-order PDEs with non-linear Stefan-type boundary interaction. To solve the equation we transform the problem from a moving boundary problem into a stochastic evolution equation with fixed boundary conditions. Using results from interpolation theory we obtain existence and uniqueness of local strong solutions, extending results of Kim, Zheng and Sowers. In addition, we formulate conditions for existence of global solutions and provide a refined analysis of possible blow-up behavior in finite time.
