Polynomial term structure models

In this article, we explore a class of tractable interest rate models that have the property that the price of a zero-coupon bond can be expressed as a polynomial of a state diffusion process. Our results include a classification of all such time-homogeneous single-factor models in the spirit of Filipovic's maximal degree theorem for exponential polynomial models, as well as an explicit characterisation of the set of feasible parameters in the case when the factor process is bounded. Extensions to time-inhomogeneous and multi-factor polynomial models are also considered.

Optimisation-based representations for branching processes

It is shown that a certain functional of a branching process has representations in terms of both a maximisation problem and a minimisation problem. A consequence of these representation is that upper and lower bounds on the functional can be found easily, yielding a non-asymptotic Trotter product formula. As an application, the speed of the right-most particle of a branching Levy process is calculated.

A Black--Scholes inequality: applications and generalisation

The space of call price functions has a natural noncommutative semigroup structure with an involution. A basic example is the Black--Scholes call price surface, from which an interesting inequality for Black--Scholes implied volatility is derived. The binary operation is compatible with the convex order, and therefore a one-parameter sub-semigroup gives rise to an arbitrage-free market model. It is shown that each such one-parameter semigroup corresponds to a unique log-concave probability density, providing a family of tractable call price surface parametrisations in the spirit of the Gatheral--Jacquier SVI surface. An explicit example is given to illustrate the idea. The key observation is an isomorphism linking an initial call price curve to the lift zonoid of the terminal price of the underlying asset.

Calls, zonoids, peacocks and log-concavity

The main results are two characterisations of log-concave densities in terms of the collection of lift zonoids corresponding to a peacock. These notions are recalled and connected to arbitrage-free asset pricing in financial mathematics.

Uniform bounds for Black--Scholes implied volatility

In this note, Black--Scholes implied volatility is expressed in terms of various optimisation problems. From these representations, upper and lower bounds are derived which hold uniformly across moneyness and call price. Various symmetries of the Black--Scholes formula are exploited to derive new bounds from old. These bounds are used to reprove asymptotic formulae for implied volatility at extreme strikes and/or maturities.

Spectral term structure models

This note studies a certain stochastic evolution equation in the space of probability measures, including existence and uniqueness results. A solution of this equation gives rise, in a natural way, to an interest rate term structure model, in the same spirit as the Heath-Jarrow-Morton framework.

If $B$ and $f(B)$ are Brownian motions, then $f$ is affine

It is shown that if the processes $B$ and $f(B)$ are both Brownian motions (without a random time change) then $f$ must be an affine function. As a by-product of the proof, it is shown that the only functions which are solutions to both the Laplace equation and the eikonal equation are affine.

Arbitrage theory without a numéraire

This note develops an arbitrage theory for a discrete-time market model without the assumption of the existence of a numéraire asset. Fundamental theorems of asset pricing are stated and proven in this context. The distinction between the notions of investment-consumption arbitrage and pure-investment arbitrage provide a discrete-time analogue of the distinction between the notions of absolute arbitrage and relative arbitrage in the continuous-time theory. Applications to the modelling of bubbles is discussed.
