Time-Inhomogeneous Volatility Aversion for Financial Applications of Reinforcement Learning

In finance, sequential decision problems are often faced, for which reinforcement learning (RL) emerges as a promising tool for optimisation without the need of analytical tractability. However, the objective of classical RL is the expected cumulated reward, while financial applications typically require a trade-off between return and risk. In this work, we focus on settings where one cares about the time split of the total return, ruling out most risk-aware generalisations of RL which optimise a risk measure defined on the latter. We notice that a preference for homogeneous splits, which we found satisfactory for hedging, can be unfit for other problems, and therefore propose a new risk metric which still penalises uncertainty of the single rewards, but allows for an arbitrary planning of their target levels. We study the properties of the resulting objective and the generalisation of learning algorithms to optimise it. Finally, we show numerical results on toy examples.

Exploiting Risk-Aversion and Size-dependent fees in FX Trading with Fitted Natural Actor-Critic

In recent years, the popularity of artificial intelligence has surged due to its widespread application in various fields. The financial sector has harnessed its advantages for multiple purposes, including the development of automated trading systems designed to interact autonomously with markets to pursue different aims. In this work, we focus on the possibility of recognizing and leveraging intraday price patterns in the Foreign Exchange market, known for its extensive liquidity and flexibility. Our approach involves the implementation of a Reinforcement Learning algorithm called Fitted Natural Actor-Critic. This algorithm allows the training of an agent capable of effectively trading by means of continuous actions, which enable the possibility of executing orders with variable trading sizes. This feature is instrumental to realistically model transaction costs, as they typically depend on the order size. Furthermore, it facilitates the integration of risk-averse approaches to induce the agent to adopt more conservative behavior. The proposed approaches have been empirically validated on EUR-USD historical data.

CVA Hedging by Risk-Averse Stochastic-Horizon Reinforcement Learning

This work studies the dynamic risk management of the risk-neutral value of the potential credit losses on a portfolio of derivatives. Sensitivities-based hedging of such liability is sub-optimal because of bid-ask costs, pricing models which cannot be completely realistic, and a discontinuity at default time. We leverage recent advances on risk-averse Reinforcement Learning developed specifically for option hedging with an ad hoc practice-aligned objective function aware of pathwise volatility, generalizing them to stochastic horizons. We formalize accurately the evolution of the hedger's portfolio stressing such aspects. We showcase the efficacy of our approach by a numerical study for a portfolio composed of a single FX forward contract.

Reinforcement Learning for Credit Index Option Hedging

In this paper, we focus on finding the optimal hedging strategy of a credit index option using reinforcement learning. We take a practical approach, where the focus is on realism i.e. discrete time, transaction costs; even testing our policy on real market data. We apply a state of the art algorithm, the Trust Region Volatility Optimization (TRVO) algorithm and show that the derived hedging strategy outperforms the practitioner's Black & Scholes delta hedge.

Option Hedging with Risk Averse Reinforcement Learning

In this paper we show how risk-averse reinforcement learning can be used to hedge options. We apply a state-of-the-art risk-averse algorithm: Trust Region Volatility Optimization (TRVO) to a vanilla option hedging environment, considering realistic factors such as discrete time and transaction costs. Realism makes the problem twofold: the agent must both minimize volatility and contain transaction costs, these tasks usually being in competition. We use the algorithm to train a sheaf of agents each characterized by a different risk aversion, so to be able to span an efficient frontier on the volatility-p\&l space. The results show that the derived hedging strategy not only outperforms the Black \& Scholes delta hedge, but is also extremely robust and flexible, as it can efficiently hedge options with different characteristics and work on markets with different behaviors than what was used in training.

Sparticle Spectrum of Large Volume Compactification

We examine the large volume compactification of Type IIB string theory or its F theory limit and the associated supersymmetry breakdown and soft terms. It is crucial to incorporate the loop-induced moduli mixing, originating from radiative corrections to the Kahler potential. We show that in the presence of moduli mixing, soft scalar masses generically receive a D-term contribution of the order of the gravitino mass m_{3/2} when the visible sector cycle is stabilized by the D-term potential of an anomalous U(1) gauge symmetry, while the moduli-mediated gaugino masses and A-parameters tend to be of the order of m_{3/2}/8pi^2. It is noticed also that a too large moduli mixing can destabilize the large volume solution by making it a saddle point.

Heterotic MSSM on a Resolved Orbifold

We construct an MSSM with three generations from the heterotic string compactified on a smooth 6D internal manifold using Abelian gauge fluxes only. The compactification space is obtained as a resolution of the T6/Z2xZ2xZ2-free orbifold. The Z2-free involution of such a resolution breaks the SU(5) GUT group down to the SM gauge group using a suitably chosen (freely acting) Wilson line. Surprisingly, the spectrum on a given resolution is larger than the one on the corresponding orbifold taking into account the branching and Higgsing due to the blow-up modes. The existence of extra resolution states is closely related to the fact that the resolution procedure is not unique. Rather, the various resolutions are connected to each other by flop transitions.

A Z2xZ2 standard model

We present a Z_2 x Z_2 orbifold compactification of the E_8 x E_8 heterotic string which gives rise to the exact chiral MSSM spectrum. The GUT breaking SU(5) to SU(3)_C x SU(2)_L x U(1)_Y is realized by modding out a freely acting symmetry. This ensures precision gauge coupling unification. Further, it allows us to break the GUT group without switching on flux in hypercharge direction, such that the standard model gauge bosons can remain massless when the orbifold singularities are blown up. The model has vacuum configurations with matter parity, a large top Yukawa coupling and other phenomenologically appealing features.

Heterotic Z6-II MSSM Orbifolds in Blowup

Heterotic orbifolds provide promising constructions of MSSM-like models in string theory. We investigate the connection of such orbifold models with smooth Calabi-Yau compactifications by examining resolutions of the T^6/Z6-II orbifold (which are far from unique) with Abelian gauge fluxes. These gauge backgrounds are topologically characterized by weight vectors of twisted states; one per fixed point or fixed line. The VEV's of these states generate the blowup from the orbifold perspective, and they reappear as axions on the blowup. We explain methods to solve the 24 resolution dependent Bianchi identities and present an explicit solution. Despite that a solution may contain the MSSM particle spectrum, the hypercharge turns out to be anomalous: Since all heterotic MSSM orbifolds analyzed so far have fixed points where only SM charged states appear, its gauge group can only be preserved provided that those singularities are not blown up. Going beyond the comparison of purely topological quantities (e.g. anomalous U(1) masses) may be hampered by the fact that in the orbifold limit the supergravity approximation to lowest order in alpha prime is breaking down.

Non-Abelian bundles on heterotic non-compact K3 orbifold blowups

Instantons on Eguchi-Hanson spaces provide explicit examples of stable bundles on non-compact four dimensional C^2/Z_n orbifold resolutions with non-Abelian structure groups. With this at hand, we can consider compactifications of ten dimensional SO(32) supergravity (arising as the low energy limit of the heterotic string) on the resolved spaces in the presence of non-Abelian bundles. We provide explicit examples in the resolved C^2/Z_3 case, and give a complete classification of all possible effective six dimensional models where the instantons are combined with Abelian gauge fluxes in order to fulfil the local Bianchi identity constraint. We compare these models with the corresponding C^2/Z_3 orbifold models, and find that all of these gauge backgrounds can be related to configurations of vacuum expectation values (VEV's) of twisted and sometimes untwisted states. Gauge groups and spectra are identical from both the orbifold and the smooth bundle perspectives.

Compact heterotic orbifolds in blow-up

We compare heterotic string models on orbifolds with supergravity models on smooth compact spaces, obtained by resolving the orbifold singularities. Our main focus is on heterotic E8xE8 models on the resolution of the compact T^6/Z_3 orbifold with Wilson lines. We explain how different gauge fluxes at various resolved fixed points can be interpreted in blow down as Wilson lines. Even when such Wilson lines are trivial from the orbifold perspective, they can still lead to additional symmetry breaking in blow-up. Full agreement is achieved between orbifold and resolved models, at the level of gauge interactions, massless spectrum and anomaly cancellation. In this matching the blow-up modes are of crucial importance: they play the role of model-dependent axions involved in the cancellation of multiple anomalous U(1)'s on the resolution. We illustrate various aspects by investigating blow-ups of a Z_3 MSSM model with two Wilson lines: if all its fixed points are resolved simultaneously, the SM gauge group is necessarily broken. Finally, we explore in detail the anomaly cancellation on the complex two dimensional resolution of C^2/Z_2.

Toric Resolutions of Heterotic Orbifolds

We investigate resolutions of heterotic orbifolds using toric geometry. Our starting point is provided by the recently constructed heterotic models on explicit blowup of C^n/Z_n singularities. We show that the values of the relevant integrals, computed there, can be obtained as integrals of divisors (complex codimension one hypersurfaces) interpreted as (1,1)-forms in toric geometry. Motivated by this we give a self contained introduction to toric geometry for non-experts, focusing on those issues relevant for the construction of heterotic models on toric orbifold resolutions. We illustrate the methods by building heterotic models on the resolutions of C^2/Z_3, C^3/Z_4 and C^3/Z_2xZ_2'. We are able to obtain a direct identification between them and the known orbifold models. In the C^3/Z_2xZ_2' case we observe that, in spite of the existence of two inequivalent resolutions, fully consistent blowup models of heterotic orbifolds can only be constructed on one of them.

Merging Heterotic Orbifolds and K3 Compactifications with Line Bundles

We clarify the relation between six-dimensional Abelian orbifold compactifications of the heterotic string and smooth heterotic K3 compactifications with line bundles for both SO(32) and E_8 x E_8 gauge groups. The T^4/Z_N cases for N=2,3,4 are treated exhaustively, and for N=6 some examples are given. While all T^4/Z_2 and nearly all T^4/Z_3 models have a simple smooth match involving one line bundle only, this is only true for some T^4/Z_4 and T^4/Z_6 cases. We comment on possible matchings with more than one line bundle for the remaining cases. The matching is provided by comparisons of the massless spectra and their anomalies as well as a field theoretic analysis of the blow-ups.

Gauge symmetry breaking in orbifold model building

We review the gauge symmetry breaking mechanism due to orbifold projections in orbifold model building. We explicitly show the existence of a scale of breaking if such a symmetry breaking is due to freely-acting orbifold operators only, i.e. in case the breaking is realized non-locally in the internal space. We show that such a scale is related to the compactification moduli only, and that there are no extra continuous parameters, at least in semirealistic models with N=1 SUSY in four dimensions. In this sense, the mechanism is peculiarly different from the standard Higgs (or Hosotani) symmetry breaking mechanism. We show that the mechanism also differs from that present in standard orbifold models where, even in presence of discrete Wilson lines, a scale of breaking is generically missing, since the breaking is localized in specific points in the internal space. We review a set of background geometries where the described non-local breaking is realized, both in the case of two and six extra dimensions. In the latter case, relevant in string model building, we consider both heterotic and open string compactifications.

A Note on T-duality in Heterotic String Theory

We revisit the T-duality transformation rules in heterotic string theory, pointing out that the chiral structure of the world-sheet leads to a modification of the standard Buscher's transformation rules. The simplest instance of such modifications arises for toroidal compactifications, which are rederived by analyzing a bosonized version of the heterotic world-sheet Lagrangian. Our study indicates that the usual heterotic toroidal T-duality rules naively extended to the curved case cannot be correct, leading in particular to an incorrect Bianchi identity for the field strength H of the Kalb-Ramond field B. We explicitly show this problem and provide a specific example of dual models where we are able to get new T-duality rules which, contrary to the standard ones, lead to a correct T-dual Bianchi identity for H to all orders in α'.

Heterotic SO(32) model building in four dimensions

Four dimensional heterotic SO(32) orbifold models are classified systematically with model building applications in mind. We obtain all Z3, Z7 and Z2N models based on vectorial gauge shifts. The resulting gauge groups are reminiscent of those of type-I model building, as they always take the form SO(2n_0)xU(n_1)x...xU(n_{N-1})xSO(2n_N). The complete twisted spectrum is determined simultaneously for all orbifold models in a parametric way depending on n_0,...,n_N, rather than on a model by model basis. This reveals interesting patterns in the twisted states: They are always built out of vectors and anti--symmetric tensors of the U(n) groups, and either vectors or spinors of the SO(2n) groups. Our results may shed additional light on the S-duality between heterotic and type-I strings in four dimensions. As a spin-off we obtain an SO(10) GUT model with four generations from the Z4 orbifold.
