Signature-Based Optimal Execution for Statistical Arbitrage with Path-Dependent Trading Signals

We develop a signature-based framework for optimal execution in statistical arbitrage strategies with path-dependent predictive signals. Both the alpha process and the trading speed are modelled as linear functionals of the truncated signature of a time-augmented market path, placing signal generation and execution on the same truncated signature basis. This allows the trading rule to react to the realised history of the signal while accounting for temporary impact, inventory exposure, terminal liquidation, and approximate dollar neutrality. The main contribution is a quadratic reduction theorem: within the class of signature-linear trading speeds, the restricted path-dependent execution problem becomes a finite-dimensional concave quadratic programme in the policy coefficients. After running synthetic experiments under a mean-reverting log-spread model, we find that the fitted policy achieves a higher return on turnover than a classical $z$-score threshold benchmark. We show how the same workflow can be deployed on a historical equity pairs-trading backtest, where the fitted signature policy again outperforms the benchmark in accounting terms.

Effects of MiFID II on stock price formation

This paper examines effects of MiFID II on European stock markets. We study the effects of the new tick size regime, both intraday and in the closing auction. An increase (decrease) in tick size is associated with a decrease (increase) in intraday liquidity, but a more (less) stable market. In the closing auction an increase in tick size has a positive effect on liquidity. Moreover, we report a positive relationship between tick size and transacted volume, in particular in the closing auction. Finally, closing auction volumes increased heavily since MiFID II and price formation in closing auctions became more efficient.

Accounting Noise and the Pricing of CoCos

Contingent Convertible bonds (CoCos) are debt instruments that convert into equity or are written down in times of distress. Existing pricing models assume conversion triggers based on market prices and on the assumption that markets can always observe all relevant firm information. But all Cocos issued so far have triggers based on accounting ratios and/or regulatory intervention. We incorporate that markets receive information through noisy accounting reports issued at discrete time instants, which allows us to distinguish between market and accounting values, and between automatic triggers and regulator-mandated conversions. Our second contribution is to incorporate that coupon payments are contingent too: their payment is conditional on the Maximum Distributable Amount not being exceeded. We examine the impact of CoCo design parameters, asset volatility and accounting noise on the price of a CoCo; and investigate the interaction between CoCo design features, the capital structure of the issuing bank and their implications for risk taking and investment incentives. Finally, we use our model to explain the crash in CoCo prices after Deutsche Bank's profit warning in February 2016.
