Perfect hedging under endogenous permanent market impacts

We model a nonlinear price curve quoted in a market as the utility indifference curve of a representative liquidity supplier. As the utility function we adopt a g-expectation. In contrast to the standard framework of financial engineering, a trader is no more price taker as any trade has a permanent market impact via an effect to the supplier's inventory. The P&L of a trading strategy is written as a nonlinear stochastic integral. Under this market impact model, we introduce a completeness condition under which any derivative can be perfectly replicated by a dynamic trading strategy. In the special case of a Markovian setting the corresponding pricing and hedging can be done by solving a semi-linear PDE.

On Dynamic Deviation Measures and Continuous-Time Portfolio Optimisation

In this paper we propose the notion of dynamic deviation measure, as a dynamic time-consistent extension of the (static) notion of deviation measure. To achieve time-consistency we require that a dynamic deviation measures satisfies a generalised conditional variance formula. We show that, under a domination condition, dynamic deviation measures are characterised as the solutions to a certain class of backward SDEs. We establish for any dynamic deviation measure an integral representation, and derive a dual characterisation result in terms of additively $m$-stable dual sets. Using this notion of dynamic deviation measure we formulate a dynamic mean-deviation portfolio optimisation problem in a jump-diffusion setting and identify a subgame-perfect Nash equilibrium strategy that is linear as function of wealth by deriving and solving an associated extended HJB equation.

Convergence of BSΔEs driven by random walks to BSDEs: the case of (in)finite activity jumps with general driver

In this paper we present a weak approximation scheme for BSDEs driven by a Wiener process and an (in)finite activity Poisson random measure with drivers that are general Lipschitz functionals of the solution of the BSDE. The approximating backward stochastic difference equations (BSΔEs) are driven by random walks that weakly approximate the given Wiener process and Poisson random measure. We establish the weak convergence to the solution of the BSDE and the numerical stability of the sequence of solutions of the BSΔEs. By way of illustration we analyse explicitly a scheme with discrete step-size distributions.

Time-Consistent and Market-Consistent Evaluations

We consider evaluation methods for payoffs with an inherent financial risk as encountered for instance for portfolios held by pension funds and insurance companies. Pricing such payoffs in a way consistent to market prices typically involves combining actuarial techniques with methods from mathematical finance. We propose to extend standard actuarial principles by a new market-consistent evaluation procedure which we call `two step market evaluation.' This procedure preserves the structure of standard evaluation techniques and has many other appealing properties. We give a complete axiomatic characterization for two step market evaluations. We show further that in a dynamic setting with a continuous stock prices process every evaluation which is time-consistent and market-consistent is a two step market evaluation. We also give characterization results and examples in terms of g-expectations in a Brownian-Poisson setting.

BSΔEs and BSDEs with non-Lipschitz drivers: Comparison, convergence and robustness

We provide existence results and comparison principles for solutions of backward stochastic difference equations (BS$Δ$Es) and then prove convergence of these to solutions of backward stochastic differential equations (BSDEs) when the mesh size of the time-discretizaton goes to zero. The BS$Δ$Es and BSDEs are governed by drivers $f^N(t,ω,y,z)$ and $f(t,ω,y,z),$ respectively. The new feature of this paper is that they may be non-Lipschitz in z. For the convergence results it is assumed that the BS$Δ$Es are based on d-dimensional random walks $W^N$ approximating the d-dimensional Brownian motion W underlying the BSDE and that $f^N$ converges to f. Conditions are given under which for any bounded terminal condition $ξ$ for the BSDE, there exist bounded terminal conditions $ξ^N$ for the sequence of BS$Δ$Es converging to $ξ$, such that the corresponding solutions converge to the solution of the limiting BSDE. An important special case is when $f^N$ and f are convex in z. We show that in this situation, the solutions of the BS$Δ$Es converge to the solution of the BSDE for every uniformly bounded sequence $ξ^N$ converging to $ξ$. As a consequence, one obtains that the BSDE is robust in the sense that if $(W^N,ξ^N)$ is close to $(W,ξ)$ in distribution, then the solution of the Nth BS$Δ$E is close to the solution of the BSDE in distribution too.

Existence, minimality and approximation of solutions to BSDEs with convex drivers

We study the existence of solutions to backward stochastic differential equations with drivers f(t,W,y,z) that are convex in z. We assume f to be Lipschitz in y and W but do not make growth assumptions with respect to z. We first show the existence of a unique solution (Y,Z) with bounded Z if the terminal condition is Lipschitz in W and that it can be approximated by the solutions to properly discretized equations. If the terminal condition is bounded and uniformly continuous in W, we show the existence of a minimal continuous supersolution by uniformly approximating the terminal condition with Lipschitz terminal conditions. Finally, we prove existence of a minimal RCLL supersolution for bounded lower semicontinuous terminal conditions by approximating the terminal condition pointwise from below with Lipschitz terminal conditions.
