Arbitrages in a Progressive Enlargement Setting

This paper completes the analysis of Choulli et al. Non-Arbitrage up to Random Horizons and after Honest Times for Semimartingale Models and contains two principal contributions. The first contribution consists in providing and analysing many practical examples of market models that admit classical arbitrages while they preserve the No Unbounded Profit with Bounded Risk (NUPBR hereafter) under random horizon and when an honest time is incorporated for particular cases of models. For these markets, we calculate explicitly the arbitrage opportunities. The second contribution lies in providing simple proofs for the stability of the No Unbounded Profit with Bounded Risk under random horizon and after honest time satisfying additional important condition for particular cases of models.

On arbitrages arising from honest times

In the context of a general continuous financial market model, we study whether the additional information associated with an honest time gives rise to arbitrage profits. By relying on the theory of progressive enlargement of filtrations, we explicitly show that no kind of arbitrage profit can ever be realised strictly before an honest time, while classical arbitrage opportunities can be realised exactly at an honest time as well as after an honest time. Moreover, stronger arbitrages of the first kind can only be obtained by trading as soon as an honest time occurs. We carefully study the behavior of local martingale deflators and consider no-arbitrage-type conditions weaker than NFLVR.

BSDEs with singular terminal condition and control problems with constraints

We provide a probabilistic solution of a not necessarily Markovian control problem with a state constraint by means of a Backward Stochastic Differential Equation (BSDE). The novelty of our solution approach is that the BSDE possesses a singular terminal condition. We prove that a solution of the BSDE exists, thus partly generalizing existence results obtained by Popier in [7] and [8]. We perform a verification and discuss special cases for which the control problem has explicit solutions.

Optimization problem under change of regime of interest rate

In this paper, we study the classical problem of maximization of the sum of the utility of the terminal wealth and the utility of the consumption, in a case where a sudden jump in the risk-free interest rate creates incompleteness. The value function of the dual problem is proved to be solution of a BSDE and the duality between the primal and the dual value functions is exploited to study the BSDE associated to the primal problem.

Mean-variance hedging via stochastic control and BSDEs for general semimartingales

We solve the problem of mean-variance hedging for general semimartingale models via stochastic control methods. After proving that the value process of the associated stochastic control problem has a quadratic structure, we characterize its three coefficient processes as solutions of semimartingale backward stochastic differential equations and show how they can be used to describe the optimal trading strategy for each conditional mean-variance hedging problem. For comparison with the existing literature, we provide alternative equivalent versions of the BSDEs and present a number of simple examples.

Carthaginian Enlargement of Filtrations

This work is concerned with the theory of initial and progressive enlargements of a reference filtration F with a random time τ. We provide, under an equivalence assumption, slightly stronger than the absolute continuity assumption of Jacod, alternative proofs to results concerning canonical decomposition of an F-martingale in the enlarged filtrations. Also, we address martingales' characterization in the enlarged filtrations in terms of martingales in the reference filtration, as well as predictable representation theorems in the enlarged filtrations.

What happens after a default: the conditional density approach

We present a general model for default time, making precise the role of the intensity process, and showing that this process allows for a knowledge of the conditional distribution of the default only "before the default". This lack of information is crucial while working in a multi-default setting. In a single default case, the knowledge of the intensity process does not allow to compute the price of defaultable claims, except in the case where immersion property is satisfied. We propose in this paper the density approach for default time. The density process will give a full characterization of the links between the default time and the reference filtration, in particular "after the default time". We also investigate the description of martingales in the full filtration in terms of martingales in the reference filtration, and the impact of Girsanov transformation on the density and intensity processes, and also on the immersion property.

Pricing and trading credit default swaps in a hazard process model

In the paper we study dynamics of the arbitrage prices of credit default swaps within a hazard process model of credit risk. We derive these dynamics without postulating that the immersion property is satisfied between some relevant filtrations. These results are then applied so to study the problem of replication of general defaultable claims, including some basket claims, by means of dynamic trading of credit default swaps.

Default times, non arbitrage conditions and change of probability measures

In this paper we give a financial justification, based on non arbitrage conditions, of the $(H)$ hypothesis in default time modelling. We also show how the $(H)$ hypothesis is affected by an equivalent change of probability measure. The main technique used here is the theory of progressive enlargements of filtrations.

Minimal $f^q$-martingale measures for exponential Lévy processes

Let $L$ be a multidimensional Lévy process under $P$ in its own filtration. The $f^q$-minimal martingale measure $Q_q$ is defined as that equivalent local martingale measure for $\mathcal {E}(L)$ which minimizes the $f^q$-divergence $E[(dQ/dP)^q]$ for fixed $q\in(-\infty,0)\cup(1,\infty)$. We give necessary and sufficient conditions for the existence of $Q_q$ and an explicit formula for its density. For $q=2$, we relate the sufficient conditions to the structure condition and discuss when the former are also necessary. Moreover, we show that $Q_q$ converges for $q\searrow1$ in entropy to the minimal entropy martingale measure.
