A note on thermodynamics of the production processes

The process of creating goods and services, measured by their value, is considered a process of creating complexity. This allows us to consider the production system as an open thermodynamic system, and to develop a simple heuristic model of the production process. The model includes three production factors: the index of complexity of production equipment (physical capital $K$), human activity (labour $L$), and the substitutive capacity of equipment (substitutive work $P$). The latter is a contribution to the theory of production from the thermodynamic approach, which also involves introducing technological characteristics of production equipment, such as labour requirement ($\overlineλ$) and energy requirement ($\overline{\varepsilon}$), which indicate the amounts of labour and energy required to operate production equipment. By applying thermodynamic principles, we can understand how labour can be replaced by capital and derive the production function with four different formulations. Two of them are known and used by researchers for interpretation the production phenomena; the thermodynamic approach provides some foundation for economic theory, allowing us to decompose unambiguously the growth rate of output over technological level and the growth rates of production factors. Introducing substitute work as a factor of production and technological characteristics of capital expands our ability to plan and analyse production processes.

A note on the mechanism of substitution of labour with capital in the production processes

Considering the production processes, it was noted that the use of various equipment leads to an increase in output -- the phenomenon that is usually described as the substitution of labor with capital. The proposed theory of substitution is based on the assumption that not the quantity of capital (production equipment) does substitute labor, but rather its ability to operate similar to the workers. This is the true content of the substitution of labor by capital. To formulate a correct mechanism of substitution requires considering three factors of production: the amount of production equipment (capital $K$), human activity (labor $L$), and the substitutive capacity of equipment (substitutive work $P$). The technological properties of production equipment are characterized by the technological coefficients $\overline λ$ and $\overline \varepsilon$, indicating the amount of labor and energy required to engaged with a unit of equipment. The production function can assume various forms, none of which coincide with the popular Cobb-Douglas expression, which seems to be erroneous in its core.

Thermodynamics of economic inequality

An heuristic model of the society, as an assembly of weakly interacting individuals, is discussed. The model allows to connect macroscopic phenomena with features of relations between individuals. Addressing to the problem of inequality, a non-equilibrium situation is considered. The calculated income distribution function, which coincides with the Pareto distribution at large incomes, can be interpreted as a strongly deformed Gauss distribution function. The external, in relation to the system of interacting individuals, force is necessary to maintain the strong non-equilibrium in a stationary state. The model representation of the society allows us to explain the mechanism of the emergence and maintenance of economic inequality, the universal cause of which is asymmetry of elementary exchanges.

The Pareto distribution as a disguised Gauss distribution

A simple heuristic model, including the multiple exchanges between economic agents, is used to explain the mechanism of emerging and maintenance of social inequality in the market economy. The model allows calculating a density function of the population distribution over income. The function can be considered as a strongly deformed Gauss distribution function, whereas, at large incomes, it coincides with the Pareto distribution. The external, in relation to the model under consideration, force is necessary to maintain the strong non-equilibrium in a stationary state, and this force is the non-equivalence of elementary exchanges: the agent who already receives the higher income has the advantage: it provokes the rich to be getting more rich and the poor to be getting pauper.
