Multi-Asset Liquidation in Dark Pools with Adverse Selection

We study the optimal liquidation of a multi-asset portfolio using both a traditional exchange and dark pools in the presence of quadratic adverse-selection costs. The problem leads to a matrix-valued backward stochastic differential equation with jumps and a singular terminal condition. We establish existence and uniqueness of its solution and use it to characterize the value function and the optimal liquidation strategy. The uniqueness result is the main mathematical contribution and strengthens the existing theory even in simpler special cases; the existence result is also new. For a two-asset model, we distinguish the roles of asset correlation, own-asset adverse selection, and cross-asset spillover in adverse-selection costs. Under diagonal temporary impact and in the absence of cross-asset spillover, an initially well-diversified portfolio remains well diversified during optimal liquidation and, for a fixed sign of the correlation, its liquidation cost is strictly decreasing in the magnitude of the correlation. By contrast, under the same diagonal-impact specification, under explicit conditions and sufficiently close to the liquidation horizon, cross-asset spillover makes a well-diversified portfolio more costly to liquidate than its poorly diversified sign-reversed counterpart and causes sufficiently unbalanced well-diversified portfolios to become poorly diversified with positive probability. Separately, without requiring diagonal temporary impact, we show that, in the absence of cross-asset spillover, own-asset adverse selection introduces an explicit shrinkage factor in the optimal dark-pool order relative to the order minimizing the post-execution continuation value. Finally, we derive an explicit condition under which a dark-pool execution transforms a poorly diversified portfolio into a well-diversified one.

Optimal control of stochastic homogenous systems

This paper investigates a new class of homogeneous stochastic control problems with cone control constraints, extending the classical homogeneous stochastic linear-quadratic (LQ) framework to encompass nonlinear system dynamics and non-quadratic cost functionals. We demonstrate that, analogous to the LQ case, the optimal controls and value functions for these generalized problems are intimately connected to a novel class of highly nonlinear backward stochastic differential equations (BSDEs). We establish the existence and uniqueness of solutions to these BSDEs under three distinct sets of conditions, employing techniques such as truncation functions and logarithmic transformations. Furthermore, we derive explicit feedback representations for the optimal controls and value functions in terms of the solutions to these BSDEs, supported by rigorous verification arguments. Our general solvability conditions allow us to recover many known results for homogeneous LQ problems, including both standard and singular cases, as special instances of our framework.

Optimal mean-variance portfolio selection under regime-switching-induced stock price shocks

In this paper, we investigate mean-variance (MV) portfolio selection problems with jumps in a regime-switching financial model. The novelty of our approach lies in allowing not only the market parameters -- such as the interest rate, appreciation rate, volatility, and jump intensity -- to depend on the market regime, but also in permitting stock prices to experience jumps when the market regime switches, in addition to the usual micro-level jumps. This modeling choice is motivated by empirical observations that stock prices often exhibit sharp declines when the market shifts from a ``bullish'' to a ``bearish'' regime, and vice versa. By employing the completion-of-squares technique, we derive the optimal portfolio strategy and the efficient frontier, both of which are characterized by three systems of multi-dimensional ordinary differential equations (ODEs). Among these, two systems are linear, while the first one is an $\ell$-dimensional, fully coupled, and highly nonlinear Riccati equation. In the absence of regime-switching-induced stock price shocks, these systems reduce to simple linear ODEs. Thus, the introduction of regime-switching-induced stock price shocks adds significant complexity and challenges to our model. Additionally, we explore the MV problem under a no-shorting constraint. In this case, the corresponding Riccati equation becomes a $2\ell$-dimensional, fully coupled, nonlinear ODE, for which we establish solvability. The solution is then used to explicitly express the optimal portfolio and the efficient frontier.

A System of BSDEs with Singular Terminal Values Arising in Optimal Liquidation with Regime Switching

We study a stochastic control problem with regime switching arising in an optimal liquidation problem with dark pools and multiple regimes. The new feature of this model is that it introduces a system of BSDEs with jumps and with singular terminal values, which appears in literature for the first time. The existence result for this system is obtained. As a result, we solve the stochastic control problem with regime switching. More importantly, the uniqueness result of this system is also obtained, in contrast to merely minimal solutions established in most related literature.

Constrained stochastic linear quadratic control under regime switching with controlled jump size

In this paper, we examine a stochastic linear-quadratic control problem characterized by regime switching and Poisson jumps. All the coefficients in the problem are random processes adapted to the filtration generated by Brownian motion and the Poisson random measure for each given regime. The model incorporates two distinct types of controls: the first is a conventional control that appears in the continuous diffusion component, while the second is an unconventional control, dependent on the variable $z$, which influences the jump size in the jump diffusion component. Both controls are constrained within general closed cones. By employing the Meyer-Itô formula in conjunction with a generalized squares completion technique, we rigorously and explicitly derive the optimal value and optimal feedback control. These depend on solutions to certain multi-dimensional fully coupled stochastic Riccati equations, which are essentially backward stochastic differential equations with jumps (BSDEJs). We establish the existence of a unique nonnegative solution to the BSDEJs. One of the major tools used in the proof is the newly established comparison theorems for multidimensional BSDEJs.

Constrained mean-variance investment-reinsurance under the Cramér-Lundberg model with random coefficients

In this paper, we study an optimal mean-variance investment-reinsurance problem for an insurer (she) under a Cramér-Lundberg model with random coefficients. At any time, the insurer can purchase reinsurance or acquire new business and invest her surplus in a security market consisting of a risk-free asset and multiple risky assets, subject to a general convex cone investment constraint. We reduce the problem to a constrained stochastic linear-quadratic control problem with jumps whose solution is related to a system of partially coupled stochastic Riccati equations (SREs). Then we devote ourselves to establishing the existence and uniqueness of solutions to the SREs by pure backward stochastic differential equation (BSDE) techniques. We achieve this with the help of approximation procedure, comparison theorems for BSDEs with jumps, log transformation and BMO martingales. The efficient investment-reinsurance strategy and efficient mean-variance frontier are explicitly given through the solutions of the SREs, which are shown to be a linear feedback form of the wealth process and a half-line, respectively.

Mean-variance portfolio selection in jump-diffusion model under no-shorting constraint: A viscosity solution approach

This paper concerns a continuous time mean-variance (MV) portfolio selection problem in a jump-diffusion financial model with no-shorting trading constraint. The problem is reduced to two subproblems: solving a stochastic linear-quadratic (LQ) control problem under control constraint, and finding a maximal point of a real function. Based on a two-dimensional fully coupled ordinary differential equation (ODE), we construct an explicit viscosity solution to the Hamilton-Jacobi-Bellman equation of the constrained LQ problem. Together with the Meyer-Itô formula and a verification procedure, we obtain the optimal feedback controls of the constrained LQ problem and the original MV problem, which corrects the flawed results in some existing literatures. In addition, closed-form efficient portfolio and efficient frontier are derived. In the end, we present several examples where the two-dimensional ODE is decoupled.

Constrained monotone mean--variance investment-reinsurance under the Cramér--Lundberg model with random coefficients

This paper studies an optimal investment-reinsurance problem for an insurer (she) under the Cramér--Lundberg model with monotone mean--variance (MMV) criterion. At any time, the insurer can purchase reinsurance (or acquire new business) and invest in a security market consisting of a risk-free asset and multiple risky assets whose excess return rate and volatility rate are allowed to be random. The trading strategy is subject to a general convex cone constraint, encompassing no-shorting constraint as a special case. The optimal investment-reinsurance strategy and optimal value for the MMV problem are deduced by solving certain backward stochastic differential equations with jumps. In the literature, it is known that models with MMV criterion and mean--variance criterion lead to the same optimal strategy and optimal value when the wealth process is continuous. Our result shows that the conclusion remains true even if the wealth process has compensated Poisson jumps and the market coefficients are random.

Comparison theorems for multi-dimensional BSDEs with jumps and applications to constrained stochastic linear-quadratic control

In this paper, we, for the first time, establish two comparison theorems for multi-dimensional backward stochastic differential equations with jumps. Our approach is novel and completely different from the existing results for one-dimensional case. Using these and other delicate tools, we then construct solutions to coupled two-dimensional stochastic Riccati equation with jumps in both standard and singular cases. In the end, these results are applied to solve a cone-constrained stochastic linear-quadratic and a mean-variance portfolio selection problem with jumps. Different from no jump problems, the optimal (relative) state processes may change their signs, which is of course due to the presence of jumps.

Constrained monotone mean-variance problem with random coefficients

This paper studies the monotone mean-variance (MMV) problem and the classical mean-variance (MV) problem with convex cone trading constraints in a market with random coefficients. We provide semiclosed optimal strategies and optimal values for both problems via certain backward stochastic differential equations (BSDEs). After noting the links between these BSDEs, we find that the two problems share the same optimal portfolio and optimal value. This generalizes the result of Shen and Zou $[$ SIAM J. Financial Math., 13 (2022), pp. SC99-SC112$]$ from deterministic coefficients to random ones.

Non-homogeneous stochastic LQ control with regime switching and random coefficients

This paper is concerned with a general non-homogeneous stochastic linear quadratic (LQ) control problem with regime switching and random coefficients. We obtain the explicit optimal state feedback control and optimal value for this problem in terms of two systems of backward stochastic differential equations (BSDEs): one is the famous stochastic Riccati equation and the other one is a new linear multi-dimensional BSDE with all coefficients being unbounded. The existence and uniqueness of the solutions to these two systems of BSDEs are proved by means of BMO martingales and contraction mapping method. At last, the theory is applied to study an asset-liability management problem under the mean-variance criteria.

Continuous-time Markowitz's mean-variance model under different borrowing and saving rates

We study Markowitz's mean-variance portfolio selection problem in a continuous-time Black-Scholes market with different borrowing and saving rates. The associated Hamilton-Jacobi-Bellman equation is fully nonlinear. Using a delicate partial differential equation and verification argument, the value function is proven to be $C^{3,2}$ smooth. It is also shown that there are a borrowing boundary and a saving barrier which divide the entire trading area into a borrowing-money region, an all-in-stock region, and a saving-money region in ascending order. The optimal trading strategy is a mixture of continuous-time strategy (as suggested by most continuous-time models) and discontinuous-time strategy (as suggested by models with transaction costs): one should put all her wealth in the stock in the middle all-in-stock region, and continuously trade it in the other two regions in a feedback form of wealth and time. It is never optimal to short sale the stock. Numerical examples are also presented to verify the theoretical results and to give more financial insights beyond them.

Optimal consumption-investment with coupled constraints on consumption and investment strategies in a regime switching market with random coefficients

This paper studies finite-time optimal consumption-investment problems with power, logarithmic and exponential utilities, in a regime switching market with random coefficients, subject to coupled constraints on the consumption and investment strategies. We provide explicit optimal consumption-investment strategies and optimal values for the problems in terms of the solutions to some diagonally quadratic backward stochastic differential equation (BSDE) systems and linear BSDE systems with unbound coefficients. Some of these BSDEs are new in the literature and solving them is one of the main theoretical contributions of this paper. We accomplish the latter by applying the truncation, approximation technique to get some a priori uniformly lower and upper bounds for their solutions.

Mean-variance portfolio selection with nonlinear wealth dynamics and random coefficients

This paper studies the continuous time mean-variance portfolio selection problem with one kind of non-linear wealth dynamics. To deal the expectation constraint, an auxiliary stochastic control problem is firstly solved by two new generalized stochastic Riccati equations from which a candidate portfolio in feedback form is constructed, and the corresponding wealth process will never cross the vertex of the parabola. In order to verify the optimality of the candidate portfolio, the convex duality (requires the monotonicity of the cost function) is established to give another more direct expression of the terminal wealth level. The variance-optimal martingale measure and the link between the non-linear financial market and the classical linear market are also provided. Finally, we obtain the efficient frontier in closed form. From our results, people are more likely to invest their money in riskless asset compared with the classical linear market.

Stochastic linear-quadratic control with a jump and regime switching on a random horizon

In this paper, we study a stochastic linear-quadratic control problem with random coefficients and regime switching on a horizon $[0,T\wedgeτ]$, where $τ$ is a given random jump time for the underlying state process and $T$ is a constant. We obtain an explicit optimal state feedback control and explicit optimal cost value by solving a system of stochastic Riccati equations (SREs) with jumps on $[0,T\wedgeτ]$. By the decomposition approach stemming from filtration enlargement theory, we express the solution of the system of SREs with jumps in terms of another system of SREs involving only Brownian filtration on the deterministic horizon $[0,T]$. Solving the latter system is the key theoretical contribution of this paper and we establish this for three different cases, one of which seems to be new in the literature. These results are then applied to study a mean-variance hedging problem with random parameters that depend on both Brownian motion and Markov chain. The optimal portfolio and optimal value are presented in closed forms with the aid of a system of linear backward stochastic differential equations with jumps and unbounded coefficients in addition to the SREs with jumps.

Constrained stochastic LQ control on infinite time horizon with regime switching

This paper is concerned with a stochastic linear-quadratic (LQ) optimal control problem on infinite time horizon, with regime switching, random coefficients, and cone control constraint. To tackle the problem, two new extended stochastic Riccati equations (ESREs) on infinite time horizon are introduced. The existence of the nonnegative solutions, in both standard and singular cases, is proved through a sequence of ESREs on finite time horizon. Based on this result and some approximation techniques, we obtain the optimal state feedback control and optimal value for the stochastic LQ problem explicitly. Finally, we apply these results to solve a lifetime portfolio selection problem of tracking a given wealth level with regime switching and portfolio constraint.

Constrained stochastic LQ control with regime switching and application to portfolio selection

This paper is concerned with a stochastic linear-quadratic optimal control problem with regime switching, random coefficients, and cone control constraint. The randomness of the coefficients comes from two aspects: the Brownian motion and the Markov chain. Using Itô's lemma for Markov chain, we obtain the optimal state feedback control and optimal cost value explicitly via two new systems of extended stochastic Riccati equations (ESREs). We prove the existence and uniqueness of the two ESREs using tools including multidimensional comparison theorem, truncation function technique, log transformation and the John-Nirenberg inequality. These results are then applied to study mean-variance portfolio selection problems with and without short-selling prohibition with random parameters depending on both the Brownian motion and the Markov chain. Finally, the efficient portfolios and efficient frontiers are presented in closed forms.

Central limit theorems for bounded random variables under belief

Recently a new type of central limit theorem for belief functions was given in Epstein et al. [9]. In this paper, we generalize the central limit theorem in Epstein et al. [9] to accommodate general bounded random variables. These results are natural extension of the classical central limit theory for additive probability measures.
