A new monotonicity condition for ergodic BSDEs and ergodic control with super-quadratic Hamiltonians

We establish the existence (and in an appropriate sense uniqueness) of Markovian solutions for ergodic BSDEs under a novel monotonicity condition. Our monotonicity condition allows us to prove existence even when the driver f has arbitrary (in particular super-quadratic) growth in z, which reveals an interesting trade-off between monotonicity and growth for ergodic BSDEs. The technique of proof is to establish a probabilistic representation of the derivative of the Markovian solution, and then use this representation to obtain a-priori estimates. Our study is motivated by applications to ergodic control, and we use our existence result to prove the existence of optimal controls for a class of ergodic control problems with potentially super-quadratic Hamiltonians. We also treat a class of drivers coming from the construction of forward performance processes, and interpret our monotonicity condition in this setting.

A universal robust limit theorem for nonlinear Lévy processes under sublinear expectation

This article establishes a universal robust limit theorem under a sublinear expectation framework. Under moment and consistency conditions, we show that, for $α\in(1,2)$, the i.i.d. sequence \[ \left \{ \left( \frac{1}{\sqrt{n}}\sum_{i=1}^{n}X_{i},\frac{1}{n}\sum _{i=1}^{n}Y_{i},\frac{1}{\sqrt[α]{n}}\sum_{i=1}^{n}Z_{i}\right) \right \} _{n=1}^{\infty} \] converges in distribution to $\tilde{L}_{1}$, where $\tilde{L}_{t}=(\tilde ξ_{t},\tildeη_{t},\tildeζ_{t})$, $t\in [0,1]$, is a multidimensional nonlinear Lévy process with an uncertainty set $Θ$ as a set of Lévy triplets. This nonlinear Lévy process is characterized by a fully nonlinear and possibly degenerate partial integro-differential equation (PIDE) \[ \left \{ \begin{array} [c]{l} \displaystyle \partial_{t}u(t,x,y,z)-\sup \limits_{(F_μ,q,Q)\in Θ}\left \{ \int_{\mathbb{R}^{d}}δ_λu(t,x,y,z)F_μ(dλ)\right. \\ \displaystyle \text{\ \ \ \ \ \ \ \ \ \ \ \ \ \ \ \ }\left. +\langle D_{y}u(t,x,y,z),q\rangle+\frac{1}{2}tr[D_{x}^{2}u(t,x,y,z)Q]\right \} =0,\\ \displaystyle u(0,x,y,z)=ϕ(x,y,z),\ \ \forall(t,x,y,z)\in \lbrack 0,1]\times \mathbb{R}^{3d}, \end{array} \right. \] with $δ_λu(t,x,y,z):=u(t,x,y,z+λ)-u(t,x,y,z)-\langle D_{z}u(t,x,y,z),λ\rangle$. To construct the limit process $(\tilde{L}_{t})_{t\in \lbrack0,1]}$, we develop a novel weak convergence approach based on the notions of tightness and weak compactness on a sublinear expectation space. We further prove a new type of Lévy-Khintchine representation formula to characterize $(\tilde{L}_{t})_{t\in [0,1]}$. As a byproduct, we also provide a probabilistic approach to prove the existence of the above fully nonlinear degenerate PIDE.

Vague and weak convergence of signed measures

Necessary and sufficient conditions for weak and vague convergence of measures are important for a diverse host of applications. This paper aims to give a comprehensive description of the relationship between the two modes of convergence when the measures are signed, which is largely absent from the literature. Furthermore, when the underlying space is $\mathbb{R}$, we study the relationship between vague convergence of signed measures and the pointwise convergence of their distribution functions.

Quantitative stability and numerical analysis of Markovian quadratic BSDEs with reflection

We study the quantitative stability of the solutions to Markovian quadratic reflected BSDEs with bounded terminal data. By virtue of BMO martingale and change of measure techniques, we obtain stability estimates for the variation of the solutions with different underlying forward processes. In addition, we propose a truncated discrete-time numerical scheme for quadratic reflected BSDEs, and obtain the explicit rate of convergence by applying the quantitative stability result.

A game theoretical approach to homothetic robust forward investment performance processes in stochastic factor models

This paper studies an optimal forward investment problem in an incomplete market with model uncertainty, in which the underlying stocks depend on the correlated stochastic factors. The uncertainty stems from the probability measure chosen by an investor to evaluate the performance. We obtain directly the representation of the homothetic robust forward performance processes in factor-form by combining the zero-sum stochastic differential game and ergodic BSDE approach. We also establish the connections with the risk-sensitive zero-sum stochastic differential games over an infinite horizon with ergodic payoff criteria, as well as with the classical robust expected utilities for long time horizons. Finally, we give an example to illustrate that our approach can be applied to address a type of robust forward investment performance processes with negative realization processes.

Analysis of the optimal exercise boundary of American put options with delivery lags

A make-your-mind-up option is an American derivative with delivery lags. We show that its put option can be decomposed as a European put and a new type of American-style derivative. The latter is an option for which the investor receives the Greek Theta of the corresponding European option as the running payoff, and decides an optimal stopping time to terminate the contract. Based on this decomposition and using free boundary techniques, we show that the associated optimal exercise boundary exists and is a strictly increasing and smooth curve, and analyze the asymptotic behavior of the value function and the optimal exercise boundary for both large maturity and small time lag.

Risk-sensitive Dynkin games with heterogeneous Poisson random intervention times

The paper solves constrained Dynkin games with risk-sensitive criteria, where two players are allowed to stop at two independent Poisson random intervention times, via the theory of backward stochastic differential equations. This generalizes the previous work of [Liang and Sun, Dynkin games with Poisson random intervention times, SIAM Journal on Control and Optimization, 2019] from the risk-neutral criteria and common signal times for both players to the risk-sensitive criteria and two heterogenous signal times. Furthermore, the paper establishes a connection of such constrained risk-sensitive Dynkin games with a class of stochastic differential games via Krylov's randomized stopping technique.

Systems of ergodic BSDEs arising in regime switching forward performance processes

We introduce and solve a new type of quadratic backward stochastic differential equation systems defined in an infinite time horizon, called \emph{ergodic BSDE systems}. Such systems arise naturally as candidate solutions to characterize forward performance processes and their associated optimal trading strategies in a regime switching market. In addition, we develop a connection between the solution of the ergodic BSDE system and the long-term growth rate of classical utility maximization problems, and use the ergodic BSDE system to study the large time behavior of PDE systems with quadratic growth Hamiltonians.

Pricing vulnerable options in a hybrid credit risk model driven by Heston-Nandi GARCH processes

This paper proposes a hybrid credit risk model, in closed form, to price vulnerable options with stochastic volatility. The distinctive features of the model are threefold. First, both the underlying and the option issuer's assets follow the Heston-Nandi GARCH model with their conditional variance being readily estimated and implemented solely on the basis of the observable prices in the market. Second, the model incorporates both idiosyncratic and systematic risks into the asset dynamics of the underlying and the option issuer, as well as the intensity process. Finally, the explicit pricing formula of vulnerable options enables us to undertake the comparative statistics analysis.

An approximation scheme for semilinear parabolic PDEs with convex and coercive Hamiltonians

We propose an approximation scheme for a class of semilinear parabolic equations that are convex and coercive in their gradients. Such equations arise often in pricing and portfolio management in incomplete markets and, more broadly, are directly connected to the representation of solutions to backward stochastic differential equations. The proposed scheme is based on splitting the equation in two parts, the first corresponding to a linear parabolic equation and the second to a Hamilton-Jacobi equation. The solutions of these two equations are approximated using, respectively, the Feynman-Kac and the Hopf-Lax formulae. We establish the convergence of the scheme and determine the convergence rate, combining Krylov's shaking coefficients technique and Barles-Jakobsen's optimal switching approximation.

Dynkin games with Poisson random intervention times

This paper introduces a new class of Dynkin games, where the two players are allowed to make their stopping decisions at a sequence of exogenous Poisson arrival times. The value function and the associated optimal stopping strategy are characterized by the solution of a backward stochastic differential equation. The paper further applies the model to study the optimal conversion and calling strategies of convertible bonds, and their asymptotics when the Poisson intensity goes to infinity.

Constrained portfolio-consumption strategies with uncertain parameters and borrowing costs

This paper studies the properties of the optimal portfolio-consumption strategies in a {finite horizon} robust utility maximization framework with different borrowing and lending rates. In particular, we allow for constraints on both investment and consumption strategies, and model uncertainty on both drift and volatility. With the help of explicit solutions, we quantify the impacts of uncertain market parameters, portfolio-consumption constraints and borrowing costs on the optimal strategies and their time monotone properties.

An ergodic BSDE approach to forward entropic risk measures: representation and large-maturity behavior

Using elements from the theory of ergodic backward stochastic differential equations (BSDE), we study the behavior of forward entropic risk measures. We provide their general representation results (via both BSDE and convex duality) and examine their behavior for risk positions of long maturities. We show that forward entropic risk measures converge to some constant exponentially fast. We also compare them with their classical counterparts and derive a parity result.

Representation of homothetic forward performance processes in stochastic factor models via ergodic and infinite horizon BSDE

In an incomplete market, with incompleteness stemming from stochastic factors imperfectly correlated with the underlying stocks, we derive representations of homothetic (power, exponential and logarithmic) forward performance processes in factor-form using ergodic BSDE. We also develop a connection between the forward processes and infinite horizon BSDE, and, moreover, with risk-sensitive optimization. In addition, we develop a connection, for large time horizons, with a family of classical homothetic value function processes with random endowments.

A Multidimensional Exponential Utility Indifference Pricing Model with Applications to Counterparty Risk

This paper considers exponential utility indifference pricing for a multidimensional non-traded assets model subject to inter-temporal default risk, and provides a semigroup approximation for the utility indifference price. The key tool is the splitting method, whose convergence is proved based on the Barles-Souganidis monotone scheme, and the convergence rate is derived based on Krylov's shaking the coefficients technique. We apply our methodology to study the counterparty risk of derivatives in incomplete markets.

Funding Liquidity, Debt Tenor Structure, and Creditor's Belief: An Exogenous Dynamic Debt Run Model

We propose a unified structural credit risk model incorporating both insolvency and illiquidity risks, in order to investigate how a firm's default probability depends on the liquidity risk associated with its financing structure. We assume the firm finances its risky assets by mainly issuing short- and long-term debt. Short-term debt can have either a discrete or a more realistic staggered tenor structure. At rollover dates of short-term debt, creditors face a dynamic coordination problem. We show that a unique threshold strategy (i.e., a debt run barrier) exists for short-term creditors to decide when to withdraw their funding, and this strategy is closely related to the solution of a non-standard optimal stopping time problem with control constraints. We decompose the total credit risk into an insolvency component and an illiquidity component based on such an endogenous debt run barrier together with an exogenous insolvency barrier.

Stochastic Control Representations for Penalized Backward Stochastic Differential Equations

This paper shows that penalized backward stochastic differential equation (BSDE), which is often used to approximate and solve the corresponding reflected BSDE, admits both optimal stopping representation and optimal control representation. The new feature of the optimal stopping representation is that the player is allowed to stop at exogenous Poisson arrival times. The convergence rate of the penalized BSDE then follows from the optimal stopping representation. The paper then applies to two classes of equations, namely multidimensional reflected BSDE and reflected BSDE with a constraint on the hedging part, and gives stochastic control representations for their corresponding penalized equations.

Dynkin Game of Convertible Bonds and Their Optimal Strategy

This paper studies the valuation and optimal strategy of convertible bonds as a Dynkin game by using the reflected backward stochastic differential equation method and the variational inequality method. We first reduce such a Dynkin game to an optimal stopping time problem with state constraint, and then in a Markovian setting, we investigate the optimal strategy by analyzing the properties of the corresponding free boundary, including its position, asymptotics, monotonicity and regularity. We identify situations when call precedes conversion, and vice versa. Moreover, we show that the irregular payoff results in the possibly non-monotonic conversion boundary. Surprisingly, the price of the convertible bond is not necessarily monotonic in time: it may even increase when time approaches maturity.
