Stochastic control of optimized certainty equivalents

Optimized certainty equivalents (OCEs) is a family of risk measures widely used by both practitioners and academics. This is mostly due to its tractability and the fact that it encompasses important examples, including entropic risk measures and average value at risk. In this work we consider stochastic optimal control problems where the objective criterion is given by an OCE risk measure, or put in other words, a risk minimization problem for controlled diffusions. A major difficulty arises since OCEs are often time inconsistent. Nevertheless, via an enlargement of state space we achieve a substitute of sorts for time consistency in fair generality. This allows us to derive a dynamic programming principle and thus recover central results of (risk-neutral) stochastic control theory. In particular, we show that the value of our risk minimization problem can be characterized via the viscosity solution of a Hamilton--Jacobi--Bellman--Issacs equation. We further establish the uniqueness of the latter under suitable technical conditions.

A probabilistic approach to vanishing viscosity for PDEs on the Wasserstein space

In this work we prove an analogue, for partial differential equations on the space of probability measures, of the classical vanishing viscosity result known for equations on the Euclidean space. Our result allows in particular to show that the value function arising in various problems of classical mechanics and games can be obtained as the limiting case of second order PDEs. The method of proof builds on stochastic analysis arguments and allows for instance to prove a Freindlin-Wentzell large deviation theorem for McKean-Vlasov equations.

Convergence of large population games to mean field games with interaction through the controls

This work considers stochastic differential games with a large number of players, whose costs and dynamics interact through the empirical distribution of both their states and their controls. We develop a new framework to prove convergence of finite-player games to the asymptotic mean field game. Our approach is based on the concept of propagation of chaos for forward and backward weakly interacting particles which we investigate by stochastic analysis methods, and which appear to be of independent interest. These propagation of chaos arguments allow to derive moment and concentration bounds for the convergence of Nash equilibria.

Laplace principle for large population games with control interaction

This work investigates continuous time stochastic differential games with a large number of players, whose costs and dynamics interact through the empirical distribution of both their states and their controls. The control processes are assumed to be open-loop. We give regularity conditions guaranteeing that if the finite-player game admits a Nash equilibrium, then both the sequence of equilibria and the corresponding states processes satisfy a Sanov-type large deviation principle. The result requires existence of a Lipschitz continuous solution of the master equation of the corresponding mean field game, and is based on concentration inequalities for Lipschitz FBSDEs. The result carries over to cooperative (i.e. central planner) games. We study the linear-quadratic case of such games in details.

BSDEs driven by $|z|^2/y$ and applications to PDEs and decision theory

Existence and uniqueness is established for a large class of backward stochastic differential equations which contain singular terms of the form $\pm|z|^2/y$. The results are applied to investigate singular partial differential equations (PDEs) and to decision theory problems that cannot be studied using classical regular BSDEs. The application to PDEs concerns the existence of viscosity solutions to PDEs containing a singular term of the form $\pm|\nabla v|^2/v$ with rather weak assumptions on the regularity of the coefficients. Such PDEs with singularity in the value process appear in several applications in physics and economics. Regarding the application to decision theory, on the one hand, we use singular BSDEs to solve portfolio optimization problems with logarithm and power utility and non-trivial terminal endowment. Moreover, we derive existence and uniqueness of the general version of the non-Markovian Kreps-Porteus stochastic differential utility defined by Duffie and Lions [17] and constructed, in the Markovian case using PDE arguments by Duffie and Lions [19].

Representation of increasing convex functionals with countably additive measures

We derive two types of representation results for increasing convex functionals in terms of countably additive measures. The first is a max-representation of functionals defined on spaces of real-valued continuous functions and the second a sup-representation of functionals defined on spaces of real-valued Borel measurable functions. Our assumptions consist of sequential semicontinuity conditions which are easy to verify in different applications.

Maximum principle for stochastic control of SDEs with measurable drifts

In this paper, we consider stochastic optimal control of systems driven by stochastic differential equations with irregular drift coefficient. We establish a necessary and sufficient stochastic maximum principle. To achieve this, we first derive an explicit representation of the first variation process (in Sobolev sense ) of the controlled diffusion. Since the drift coefficient is not smooth, the representation is given in terms of the local time of the state process. Then we construct a sequence of optimal control problems with smooth coefficients by an approximation argument. Finally, we use Ekeland's variational principle to obtain an approximating adjoint process from which we derive the maximum principle by passing to the limit.

Strong solutions of forward-backward stochastic differential equations with measurable coefficients

This paper investigates solvability of fully coupled systems of forward-backward stochastic differential equations (FBSDEs) with irregular coefficients. In particular, we assume that the coefficients of the FBSDEs are merely measurable and bounded in the forward process. We crucially use compactness results from the theory of Malliavin calculus to construct strong solutions. Despite the irregularity of the coefficients, the solutions turn out to be differentiable, at least in the Malliavin sense and, as functions of the initial variable, in the Sobolev sense.

Quadratic transportation inequalities for SDEs with measurable drift

Let X be the solution of the multidimensional stochastic differential equationdX(t) = b(t, X(t)) dt + sigma(t, X(t)) dW(t)\, with X(0)=x where W is a standard Brownian motion. We show that when b is measurable and sigma is in an appropriate Sobolev space, the law of X satisfies a uniform quadratic transportation inequality.

Backward propagation of chaos

This paper develops a theory of propagation of chaos for a system of weakly interacting particles whose terminal configuration is fixed as opposed to the initial configuration as customary. Such systems are modeled by backward stochastic differential equations. Under standard assumptions on the coefficients of the equations, we prove propagation of chaos results and quantitative estimates on the rate of convergence in Wasserstein distance of the empirical measure of the interacting system to the law of a McKean-Vlasov type equation. These results are accompanied by non-asymptotic concentration inequalities. As an application, we derive rate of convergence results for solutions of second order semilinear partial differential equations to the solution of a partial differential written on an infinite dimensional space.

Functional inequalities for forward and backward diffusions

In this article we derive Talagrand's $T_2$ inequality on the path space w.r.t. the maximum norm for various stochastic processes, including solutions of one-dimensional stochastic differential equations with measurable drifts, backward stochastic differential equations, and the value process of optimal stopping problems. The proofs do not make use of the Girsanov method, but of pathwise arguments. These are used to show that all our processes of interest are Lipschitz transformations of processes which are known to satisfy desired functional inequalities.

Strong solutions of some one-dimensional SDEs with random and unbounded drifts

In this paper, we are interested in the following one dimensional forward stochastic differential equation (SDE) \[ d X_{t}=b(t,X_{t},ω)d t +σd B_{t},\quad 0\leq t\leq T,\quad X_{0}=\,x\in \mathbb{R}, \] where the driving noise $B_{t}$ is a $d$-dimensional Brownian motion. The drift coefficient $b:[0,T] \timesΩ\times \mathbb{R}\longrightarrow \mathbb{R}$ is Borel measurable and can be decomposed into a deterministic and a random part, i.e., $b(t,x,ω) = b_1(t,x) + b_2(t,x,ω)$. Assuming that $b_1$ is of spacial linear growth and $b_2$ satisfies some integrability conditions, we obtain the existence and uniqueness of a strong solution. The method we use is purely probabilitic and relies on Malliavin calculus. As byproducts, we obtain Malliavin differentiability of the solutions, provide an explicit representation for the Malliavin derivative and prove existence of weighted Sobolev differentiable flows.

Duality for pathwise superhedging in continuous time

We provide a model-free pricing-hedging duality in continuous time. For a frictionless market consisting of $d$ risky assets with continuous price trajectories, we show that the purely analytic problem of finding the minimal superhedging price of a path dependent European option has the same value as the purely probabilistic problem of finding the supremum of the expectations of the option over all martingale measures. The superhedging problem is formulated with simple trading strategies, the claim is the limit inferior of continuous functions, which allows for upper and lower semi-continuous claims, and superhedging is required in the pathwise sense on a $σ$-compact sample space of price trajectories. If the sample space is stable under stopping, the probabilistic problem reduces to finding the supremum over all martingale measures with compact support. As an application of the general results we deduce dualities for Vovk's outer measure and semi-static superhedging with finitely many securities.

Computational aspects of robust optimized certainty equivalents and option pricing

Accounting for model uncertainty in risk management and option pricing leads to infinite dimensional optimization problems which are both analytically and numerically intractable. In this article we study when this hurdle can be overcome for the so-called optimized certainty equivalent risk measure (OCE) -- including the average value-at-risk as a special case. First we focus on the case where the uncertainty is modeled by a nonlinear expectation penalizing distributions that are "far" in terms of optimal-transport distance (Wasserstein distance for instance) from a given baseline distribution. It turns out that the computation of the robust OCE reduces to a finite dimensional problem, which in some cases can even be solved explicitly. This principle also applies to the shortfall risk measure as well as for the pricing of European options. Further, we derive convex dual representations of the robust OCE for measurable claims without any assumptions on the set of distributions. Finally, we give conditions on the latter set under which the robust average value-at-risk is a tail risk measure.

Efficient hedging under ambiguity in continuous time

It is well known that the minimal superhedging price of a contingent claim is too high for practical use. In a continuous-time model uncertainty framework, we consider a relaxed hedging criterion based on acceptable shortfall risks. Combining existing aggregation and convex dual representation theorems, we derive duality results for the minimal price on the set of upper semicontinuous discounted claims.

Pathwise uniqueness of non-uniformly elliptic SDEs with rough coefficients

In this paper we review and improve pathwise uniqueness results for some types of one-dimensional stochastic differential equations (SDE) involving the local time of the unknown process. The diffusion coefficient of the SDEs we consider is allowed to vanish on a set of positive measure and is not assumed to be smooth. As opposed to various existing results, our arguments are mainly based on the comparison theorem for local time and the occupation time formula. We apply our pathwise uniqueness results to derive strong existence and other properties of solutions for SDEs with rough coefficients.

Theoretical and empirical analysis of trading activity

Understanding the structure of financial markets deals with suitably determining the functional relation between financial variables. In this respect, important variables are the trading activity, defined here as the number of trades $N$, the traded volume $V$, the asset price $P$, the squared volatility $σ^2$, the bid-ask spread $S$ and the cost of trading $C$. Different reasonings result in simple proportionality relations ("scaling laws") between these variables. A basic proportionality is established between the trading activity and the squared volatility, i.e., $N \sim σ^2$. More sophisticated relations are the so called 3/2-law $N^{3/2} \sim σP V /C$ and the intriguing scaling $N \sim (σP/S)^2$. We prove that these "scaling laws" are the only possible relations for considered sets of variables by means of a well-known argument from physics: dimensional analysis. Moreover, we provide empirical evidence based on data from the NASDAQ stock exchange showing that the sophisticated relations hold with a certain degree of universality. Finally, we discuss the time scaling of the volatility $σ$, which turns out to be more subtle than one might naively expect.

Non-exponential Sanov and Schilder theorems on Wiener space: BSDEs, Schrödinger problems and Control

We derive new limit theorems for Brownian motion, which can be seen as non-exponential analogues of the large deviation theorems of Sanov and Schilder in their Laplace principle forms. As a first application, we obtain novel scaling limits of backward stochastic differential equations and their related partial differential equations. As a second application, we extend prior results on the small-noise limit of the Schrödinger problem as an optimal transport cost, unifying the control-theoretic and probabilistic approaches initiated respectively by T. Mikami and C. Léonard. Lastly, our results suggest a new scheme for the computation of mean field optimal control problems, distinct from the conventional particle approximation. A key ingredient in our analysis is an extension of the classical variational formula (often attributed to Borell or Boué-Dupuis) for the Laplace transform of Wiener measure.
