A Skorohod measurable universal functional representation of solutions to semimartingale SDEs

In this paper we show the existence of a universal Skorohod measurable functional representation for a large class of semimartingale-driven stochastic differential equations. For this we prove that paths of the strong solutions of stochastic differential equations can be written as measurable functions of the paths of their driving processes into the space of all càdlàg functions equipped with the Borel sigma-field generated by all open sets with respect to the Skorohod metric. This result can be applied to calculate Malliavin derivatives for SDEs driven by pure-jump Lévy processes with drift.

Convergence of the tamed-Euler-Maruyama method for SDEs with discontinuous and polynomially growing drift

Numerical methods for SDEs with irregular coefficients are intensively studied in the literature, with different types of irregularities usually being attacked separately. In this paper we combine two different types of irregularities: polynomially growing drift coefficients and discontinuous drift coefficients. For SDEs that suffer from both irregularities we prove strong convergence of order $1/2$ of the tamed-Euler-Maruyama scheme from [Hutzenthaler, M., Jentzen, A., and Kloeden, P. E., The Annals of Applied Probability, 22(4):1611-1641, 2012].

A higher order approximation method for jump-diffusion SDEs with discontinuous drift coefficient

We present the first higher-order approximation scheme for solutions of jump-diffusion stochastic differential equations with discontinuous drift. For this transformation-based jump-adapted quasi-Milstein scheme we prove $L^p$-convergence order 3/4. To obtain this result, we prove that under slightly stronger assumptions (but still weaker than anything known before) a related jump-adapted quasi-Milstein scheme has convergence order 3/4 - in a special case even order 1. Order 3/4 is conjectured to be optimal.

Randomized Milstein algorithm for approximation of solutions of jump-diffusion SDEs

We investigate the error of the randomized Milstein algorithm for solving scalar jump-diffusion stochastic differential equations. We provide a complete error analysis under substantially weaker assumptions than known in the literature. In case the jump-commutativity condition is satisfied, we prove optimality of the randomized Milstein algorithm by proving a matching lower bound. Moreover, we give some insight into the multidimensional case by investigating the optimal convergence rate for the approximation of jump-diffusion type Lévys' areas. Finally, we report numerical experiments that support our theoretical findings.

Lower error bounds and optimality of approximation for jump-diffusion SDEs with discontinuous drift

In this note we prove sharp lower error bounds for numerical methods for jump-diffusion stochastic differential equations (SDEs) with discontinuous drift. We study the approximation of jump-diffusion SDEs with non-adaptive as well as jump-adapted approximation schemes and provide lower error bounds of order $3/4$ for both classes of approximation schemes. This yields optimality of the transformation-based jump-adapted quasi-Milstein scheme.

On the Existence of Solutions of a Class of SDEs with Discontinuous Drift and Singular Diffusion

The classical result by Itô on the existence of strong solutions of stochastic differential equations (SDEs) with Lipschitz coefficients can be extended to the case where the drift is only measurable and bounded. These generalizations are based on techniques presented by Zvonkin and Veretennikov, which rely on the uniform ellipticity of the diffusion coefficient. In this paper we study the case of degenerate ellipticity and give sufficient conditions for the existence of a solution. The conditions on the diffusion coefficient are more general than previous results and we gain fundamental insight into the geometric properties of the discontinuity of the drift on the one hand and the diffusion vector field on the other hand. Besides presenting existence results for the degenerate elliptic situation, we give an example illustrating the difficulties in obtaining more general results than those given. The particular types of SDEs considered arise naturally in the framework of combined optimal control and filtering problems.

Stochastic differential equations with irregular coefficients:~mind the gap!

Numerical methods for stochastic differential equations with non-globally Lipschitz coefficients are currently studied intensively. This article gives an overview of our work for the case that the drift coefficient is potentially discontinuous complemented by other important results in this area. To make the topic accessible to a broad audience, we begin with a heuristic on SDEs and a motivation.

Existence, uniqueness, and approximation of solutions of jump-diffusion SDEs with discontinuous drift

In this paper we study jump-diffusion stochastic differential equations (SDEs) with a discontinuous drift coefficient and a possibly degenerate diffusion coefficient. Such SDEs appear in applications such as optimal control problems in energy markets. We prove existence and uniqueness of strong solutions. In addition we study the strong convergence order of the Euler-Maruyama scheme and recover the optimal rate $1/2$.

A deep neural network algorithm for semilinear elliptic PDEs with applications in insurance mathematics

In insurance mathematics optimal control problems over an infinite time horizon arise when computing risk measures. Their solutions correspond to solutions of deterministic semilinear (degenerate) elliptic partial differential equations. In this paper we propose a deep neural network algorithm for solving such partial differential equations in high dimensions. The algorithm is based on the correspondence of elliptic partial differential equations to backward stochastic differential equations with random terminal time.

The Euler-Maruyama Scheme for SDEs with Irregular Drift: Convergence Rates via Reduction to a Quadrature Problem

We study the strong convergence order of the Euler-Maruyama scheme for scalar stochastic differential equations with additive noise and irregular drift. We provide a general framework for the error analysis by reducing it to a weighted quadrature problem for irregular functions of Brownian motion. Assuming Sobolev-Slobodeckij-type regularity of order $κ\in (0,1)$ for the non-smooth part of the drift, our analysis of the quadrature problem yields the convergence order $\min\{3/4,(1+κ)/2\}-ε$ for the equidistant Euler-Maruyama scheme (for arbitrarily small $ε>0$). The cut-off of the convergence order at $3/4$ can be overcome by using a suitable non-equidistant discretization, which yields the strong convergence order of $(1+κ)/2-ε$ for the corresponding Euler-Maruyama scheme.

Optimal Liquidation under Partial Information with Price Impact

We study the optimal liquidation problem in a market model where the bid price follows a geometric pure jump process whose local characteristics are driven by an unobservable finite-state Markov chain and by the liquidation rate. This model is consistent with stylized facts of high frequency data such as the discrete nature of tick data and the clustering in the order flow. We include both temporary and permanent effects into our analysis. We use stochastic filtering to reduce the optimal liquidation problem to an equivalent optimization problem under complete information. This leads to a stochastic control problem for piecewise deterministic Markov processes (PDMPs). We carry out a detailed mathematical analysis of this problem. In particular, we derive the optimality equation for the value function, we characterize the value function as continuous viscosity solution of the associated dynamic programming equation, and we prove a novel comparison result. The paper concludes with numerical results illustrating the impact of partial information and price impact on the value function and on the optimal liquidation rate.

An adaptive Euler-Maruyama scheme for stochastic differential equations with discontinuous drift and its convergence analysis

We study the strong approximation of stochastic differential equations with discontinuous drift coefficients and (possibly) degenerate diffusion coefficients. To account for the discontinuity of the drift coefficient we construct an adaptive step sizing strategy for the explicit Euler-Maruyama scheme. As a result, we obtain a numerical method which has -- up to logarithmic terms -- strong convergence order $1/2$ with respect to the average computational cost. We support our theoretical findings with several numerical examples.

Convergence of the Euler-Maruyama method for multidimensional SDEs with discontinuous drift and degenerate diffusion coefficient

We prove strong convergence of order $1/4-ε$ for arbitrarily small $ε>0$ of the Euler-Maruyama method for multidimensional stochastic differential equations (SDEs) with discontinuous drift and degenerate diffusion coefficient. The proof is based on estimating the difference between the Euler-Maruyama scheme and another numerical method, which is constructed by applying the Euler-Maruyama scheme to a transformation of the SDE we aim to solve.

Approximation methods for piecewise deterministic Markov processes and their costs

In this paper, we analyse piecewise deterministic Markov processes, as introduced in Davis (1984). Many models in insurance mathematics can be formulated in terms of the general concept of piecewise deterministic Markov processes. In this context, one is interested in computing certain quantities of interest such as the probability of ruin of an insurance company, or the insurance company's value, defined as the expected discounted future dividend payments until the time of ruin. Instead of explicitly solving the integro-(partial) differential equation related to the quantity of interest considered (an approach which can only be used in few special cases), we adapt the problem in a manner that allows us to apply deterministic numerical integration algorithms such as quasi-Monte Carlo rules; this is in contrast to applying random integration algorithms such as Monte Carlo. To this end, we reformulate a general cost functional as a fixed point of a particular integral operator, which allows for iterative approximation of the functional. Furthermore, we introduce a smoothing technique which is applied to the integrands involved, in order to use error bounds for deterministic cubature rules. On the analytical side, we prove a convergence result for our PDMP approximation, which is of independent interest as it justifies phase-type approximations on the process level. We illustrate the smoothing technique for a risk-theoretic example, and provide a comparative study of deterministic and Monte Carlo integration.

A Strong Order 1/2 Method for Multidimensional SDEs with Discontinuous Drift

In this paper we consider multidimensional stochastic differential equations (SDEs) with discontinuous drift and possibly degenerate diffusion coefficient. We prove an existence and uniqueness result for this class of SDEs and we present a numerical method that converges with strong order 1/2. Our result is the first one that shows strong convergence for such a general class of SDEs. The proof is based on a transformation technique that removes the discontinuity from the drift such that the coefficients of the transformed SDE are Lipschitz continuous. Thus the Euler-Maruyama method can be applied to this transformed SDE. The approximation can be transformed back, giving an approximation to the solution of the original SDE. As an illustration, we apply our result to an SDE the drift of which has a discontinuity along the unit circle.

Numerical methods for SDEs with drift discontinuous on a set of positive reach

For time-homogeneous stochastic differential equations (SDEs) it is enough to know that the coefficients are Lipschitz to conclude existence and uniqueness of a solution, as well as the existence of a strongly convergent numerical method for its approximation. Here we introduce a notion of piecewise Lipschitz functions and study SDEs with a drift coefficient satisfying only this weaker regularity condition. For these SDEs we can construct a strongly convergent approximation scheme, if the set of discontinuities is a sufficiently smooth hypersurface satisfying the geometrical property of being of positive reach. We then arrive at similar conclusions as in the Lipschitz case. We will see that, although SDEs are in the center of our interest, we will talk surprisingly little about probability theory here.

Utility Indifference Pricing of Insurance Catastrophe Derivatives

We propose a model for an insurance loss index and the claims process of a single insurance company holding a fraction of the total number of contracts that captures both ordinary losses and losses due to catastrophes. In this model we price a catastrophe derivative by the method of utility indifference pricing. The associated stochastic optimization problem is treated by techniques for piecewise deterministic Markov processes. A numerical study illustrates our results.
